What it means
The starting point is that an economy has a physical capacity determined by its workforce, its capital stock, its technology and how efficiently these are combined. That capacity is called potential output, and it is what the long run aggregate supply curve represents: a vertical line, because in the long run more money in the system raises prices rather than production.
In the short run the picture is different, because wages and many contract prices are fixed for a while. If selling prices rise faster than firms expected, margins widen and it becomes worth running extra shifts, so output can temporarily exceed potential.
That is why the short run curve slopes upwards rather than standing vertical. The distinction explains a great deal of policy argument.
Stimulus that lifts demand raises real output when there is slack in the economy, but the same stimulus applied to an economy already at capacity mostly raises prices. Which situation you are in is genuinely hard to judge in real time, which is why economists disagree so publicly.
Supply shocks are the events that shift the curve rather than move along it. A jump in energy prices, a drought, a shipping disruption or a sudden loss of workers reduces what the economy can produce at any given price level, pushing output down and prices up at the same time.
That uncomfortable combination is what people mean by stagflation. For businesses the concept translates into cost conditions and availability rather than abstractions.
When aggregate supply is constrained, input prices rise, lead times stretch, skilled staff become hard to recruit and the ability to pass costs on becomes the difference between holding margin and losing it. Policies aimed at supply, such as training, planning reform or capital allowances, work slowly but move the long run line itself.

A regional bakery chain finds it can no longer recruit night shift staff at any wage it can afford after a change in local labour availability. Its own output ceiling has fallen, and the same constraint repeated across thousands of firms is what a leftward shift in aggregate supply looks like in practice.

A shipping bottleneck doubles container rates for six months, raising delivered costs for every importer in the country. Prices rise while volumes fall, which is the signature of a negative supply shock rather than a demand driven boom.

A common short run form is Y = Yn + a x (P - Pe), where Y is actual output, Yn is potential output, P is the actual price level, Pe is the expected price level and a measures how strongly output responds to a price surprise.
Suppose potential output is $19.0 trillion and firms entered the year expecting inflation of 2%. Actual inflation turns out to be 5%, so the price surprise is 5% - 2% = 3 percentage points. If each percentage point of unexpected inflation adds $0.2 trillion of output, then Y = $19.0 trillion + ($0.2 trillion x 3) = $19.0 + $0.6 = $19.6 trillion.
That is $0.6 trillion / $19.0 trillion = 3.2% above potential, achieved through overtime, deferred maintenance and drawing down inventories. None of those are sustainable, so as wage negotiations catch up with the new price level the short run gain fades and output returns towards $19.0 trillion at a permanently higher price level.Case study

The following is an illustrative and fictional example. Vantage Cabinetry, an invented kitchen manufacturer, spent 2023 turning away work because it could not hire fitters or source hinges reliably, while quoted lead times stretched from four weeks to fourteen. Its order book was full, its revenue was up 22%, and its operating margin had fallen by four percentage points.
The fictional management team initially read the margin fall as a pricing failure and pushed through a 9% price rise. That helped, but the deeper issue was that the business was operating beyond its comfortable capacity: overtime, expedited freight and rework were absorbing the extra revenue. Their problem was a supply constraint, not a demand one, and no amount of extra orders would fix it.
The response was to treat capacity as the planning variable. Vantage capped its order intake, invested $1,400,000 in a second CNC cell, and started a two year apprenticeship intake rather than competing for the same scarce fitters. Revenue growth slowed to 8% the following year while margin recovered by three percentage points.

- Assuming that stimulating demand always increases output, when an economy already at potential responds mainly with higher prices.
- Confusing a movement along the short run curve, driven by prices, with a shift of the whole curve caused by a change in costs or capacity.
