APY

APY is the abbreviation for Annual Percentage Yield, the figure that tells a saver how much a deposit actually grows over twelve months once compounding is included. It is the deposit-side counterpart to APR, which measures what borrowing costs.

Because it standardises different compounding schedules into one number, APY is the fair way to rank competing savings and deposit products.

What it means

Banks credit interest at different intervals: some annually, some quarterly, some monthly, some daily. Each credit adds to the balance and starts earning on its own, so the frequency genuinely changes the outcome even when the quoted rate is identical.

APY collapses all of that into a single yearly percentage. If an account shows an APY of 4.92%, then $10,000 left untouched for a year becomes $10,492 regardless of whether the interest arrived in one lump or in 365 daily slivers.

For a business, the practical use is ranking. A finance team collecting quotes from four banks can line up the APYs and see immediately which offer is best, without needing to model each compounding schedule separately.

It also makes it easy to check whether a bank's "special rate" is genuinely special or just a familiar rate compounded more often. The arithmetic uses the nominal rate divided by the number of compounding periods, raised to the power of that same number of periods, minus one.

The result always exceeds the nominal rate whenever compounding happens more than once a year, and the two converge only when interest is credited annually. A key nuance is that APY is a forward-looking assumption, not a promise.

Variable-rate accounts can and do change their rate mid-year, so the APY shown when you open the account describes what would happen if the current rate persisted for twelve months. A second nuance is tiering.

Many business accounts pay different rates on different slices of the balance, so the effective APY on a $900,000 deposit may be well below the headline figure that applies only to the first $100,000.

Example

A freelance graphic designer moves a $40,000 tax reserve into an account quoting 3.9% compounded monthly. The APY works out at about 3.97%, so the reserve earns roughly $1,588 over the year and comfortably covers the accountant's annual fee.

A small charity holds $120,000 of restricted grant funds that cannot be spent for eight months. The treasurer compares three notice accounts by APY, picks the highest at 4.35%, and reports the expected interest to the trustees as restricted income.

A manufacturing firm is offered a "market-leading 5.25%" by its relationship manager, then discovers the rate applies only to the first $250,000 of a $1.1 million balance, with 1.8% above that. The blended APY across the whole balance is closer to 2.6%, and the firm splits the deposit across two banks instead.

Calculation

APY = (1 + r / n) ^ n - 1, where r is the nominal annual rate as a decimal and n is the number of compounding periods in the year. A company places $25,000 in a business deposit account paying a nominal 4.8% with interest compounded daily, so n = 365. The daily rate is 0.048 / 365 = 0.00013151, and 1.00013151 raised to the power of 365 gives 1.049167. Subtracting 1 leaves 0.049167, an APY of 4.92% when rounded to two decimal places. In cash terms the account pays 25,000 x 0.049167 = $1,229.18 over the year. The same 4.8% credited once at the end of the year would have paid exactly $1,200.00. Daily compounding therefore adds $29.18, which is the entire practical difference between the nominal rate and the APY on this balance.

Case study

Seen in the real world.

Quillon Textiles is a fictional company used here as an illustrative case. The business ran a seasonal cycle, collecting most of its revenue between August and November and paying most of its costs evenly across the year, which left large balances sitting idle each autumn.

The owner had always assumed the differences between bank offers were trivial. When the bookkeeper actually calculated the APYs on the three accounts the company already held, she found one paid 0.15% APY, one paid 2.05%, and a third notice account paid 4.71%, and the largest balance was sitting in the worst of the three.

In this illustrative scenario, simply reallocating an average balance of about $480,000 into the highest-yielding account for the four peak months added roughly $7,300 of interest that year, with no additional risk and only a 32 day notice requirement. The fictional owner's reaction was the common one: irritation that the money had been left on the table for six years rather than pleasure at the gain.

Watch out

Common mistakes.

  • Reading the nominal rate on a marketing leaflet as if it were the APY, which understates what a frequently compounding account will actually pay.
  • Comparing an APY against an APR and treating them as equivalent, when one measures what you earn and the other what you pay.
  • Applying a headline APY to an entire balance when the account is tiered, so the top rate covers only the first slice of the deposit.

How much does daily rather than monthly compounding really add?

Very little; on a 4.8% nominal rate the APY difference between monthly and daily compounding is roughly one hundredth of a percentage point.

Does APY account for tax?

No, it is a gross figure, so a business paying corporation tax on interest income will keep less than the APY suggests.

Can APY change after I open the account?

Yes on variable-rate products, where the quoted APY reflects only the rate in force at the time; fixed-term deposits lock the rate and therefore the APY for the term.
