Backward Integration

Backward integration is when a company moves up its own supply chain by acquiring or building the operations that used to supply it. A bakery buying a flour mill, or a retailer setting up its own factory, are both examples.

The aim is usually lower input costs, more reliable supply, or greater control over quality.

What it means

Supply chains run from raw materials through to the customer, and a company sits somewhere along that line. Backward integration means moving towards the raw-material end, while forward integration means moving towards the customer end, such as a manufacturer opening its own shops.

The classic motivations are cost and control. Buying from a supplier means paying that supplier's profit margin, so taking the operation in-house can capture that margin, and owning the source removes the risk of a supplier raising prices, missing deadlines or being bought by a competitor.

There are two routes: acquire an existing supplier, which is fast but expensive, or build the capability from scratch, which is slower but avoids paying a premium for someone else's business. Either way the company takes on fixed costs and a set of operational problems it did not previously have.

The strategic case is strongest where the input is critical, hard to substitute and dominated by few suppliers. It is weakest where the input is a widely available commodity, because in that case competition among suppliers is already keeping prices honest.

The nuance that catches companies out is capability. Running a mill, a foundry or a chip fabrication plant is a different business from the one they already know, and management attention is the scarcest resource of all.

A speciality coffee roaster buys a share in a Colombian farm after three consecutive years of supply disruption. The move costs more per kilogram than the open market in good years but guarantees volume in bad ones.

An electric vehicle maker builds its own battery cell plant rather than relying on a small number of external suppliers. The investment is enormous, but it removes the risk of being rationed during a shortage.

A supermarket chain acquires a dairy processor that had been supplying its own-brand milk. The chain captures the processor's margin and gains direct control over packaging and product specification.

Current annual cost: 400,000 x $12 = $4,800,000. The mill is for sale at $3,000,000. Running it in-house would cost $9 per metre in materials, labour and energy, plus $600,000 a year in fixed overhead such as maintenance, insurance and plant management. In-house annual cost: (400,000 x $9) + $600,000 = $3,600,000 + $600,000 = $4,200,000. Annual saving: $4,800,000 - $4,200,000 = $600,000. Payback period: $3,000,000 / $600,000 = 5 years. A five-year payback is workable but not compelling, so the decision hinges on whether supply security and quality control are worth the operational burden.

Seen in the real world.

Hollowmere Brewing is an illustrative craft brewer invented to show both sides of this decision. It had been buying malt from a regional maltster and, after two price rises in a year, decided to buy a small malting facility for $2,400,000.

The arithmetic looked convincing. Malt purchases were running at $1,900,000 a year, and in-house production was projected at $1,500,000 including overhead, implying a $400,000 annual saving and a six-year payback. Supply certainty was the real prize, since the brewery had come close to halting production during a poor harvest.

The first two years in this fictional example were harder than modelled. Yields were below the previous owner's because the brewery had underestimated the specialist skill involved, and the founder spent nearly half his time on the malting business. By year three, after hiring an experienced maltster, the operation reached its projected cost, and the brewery reported that the biggest lesson was budgeting for capability, not just for capital.

Watch out

Common mistakes.

  • Counting only the purchase price and the variable cost. Fixed overhead, maintenance, working capital and management time all belong in the comparison.
  • Assuming the supplier's margin becomes your profit. That margin often exists because the supplier operates at greater scale or with better expertise than you can match.
  • Integrating backwards into a commodity input. Where supply is plentiful and competitive, ownership adds risk without adding much control.
