Core PCE

Core PCE is a measure of inflation that tracks what households actually spend money on, leaving out food and energy prices because those swing sharply for reasons unconnected to underlying inflation. PCE stands for personal consumption expenditures, and the core version is the figure central bankers watch most closely when setting interest rates.

It is usually quoted as a percentage change over the previous twelve months.

What it means

Inflation can be measured in several ways, and the choice matters more than it sounds. The PCE price index differs from the better known consumer price index because it adjusts for substitution, meaning it accounts for shoppers switching to cheaper alternatives when a price rises, and it uses a broader basket that includes spending made on households' behalf such as employer funded healthcare.

Stripping out food and energy is not an attempt to pretend those costs do not exist. It is an attempt to separate signal from noise, because a cold winter or an oil supply disruption can move the headline figure by a full percentage point without saying anything about the persistent pressure in the economy.

Central bankers care about the persistent part because interest rate policy takes many months to work through the economy. Reacting to a temporary petrol price spike with a rate rise risks tightening into a slowdown that has already reversed by the time the effect lands.

For businesses, core PCE matters mainly through its effect on borrowing costs. If it runs persistently above the central bank's target, rates tend to stay higher for longer, which raises the cost of loans, overdrafts and any refinancing due in the next year or two.

It is also a useful sanity check for pricing and pay decisions. When core inflation is running near 3%, an annual pay settlement of 2% is a real terms cut for staff, and a price increase of 2% is a real terms discount to customers.

Annual core PCE inflation = (current index / index twelve months ago - 1) x 100 Suppose the core PCE price index stands at 123.6 this month and stood at 120.0 in the same month last year. The calculation is 123.6 / 120.0 = 1.03, so subtracting 1 and multiplying by 100 gives 3.0% annual core inflation. The monthly change is also watched closely. If the index was 123.30 last month and 123.60 this month, the monthly rise is 0.30 / 123.30 = 0.00243, or 0.24%. Compounding that rate over twelve months gives roughly 3.0% annualised, confirming that the recent monthly pace matches the annual figure rather than pointing to a slowdown.

The following is an illustrative and entirely fictional example. Kestrel Components, an invented supplier of engineered parts to construction firms, set its annual price increases using a simple rule inherited from a previous finance director: match last year's headline inflation figure, rounded down.

In a year when energy prices fell sharply, the headline figure came in at 1.4% while core inflation sat near 3.1%. Kestrel raised its prices 1%, while its own wage bill rose 3.5% and its non energy input costs rose about 3%. Across roughly $60,000,000 of revenue, the fictional company gave away close to $1,200,000 of margin without any commercial decision being made.

Kestrel's illustrative board replaced the rule with one based on core inflation plus a specific adjustment for the cost lines that actually drive its business. The point was not that core PCE is a perfect guide, but that a pricing rule tied to the most volatile available number will produce pricing that swings for reasons unrelated to the business.

  • Reacting to a single monthly reading, since monthly data is noisy and gets revised, so the three month trend is far more informative.
