What it means
Current assets are the items on the balance sheet expected to convert to cash within twelve months: cash itself, money owed by customers, inventory and prepaid expenses. Current liabilities are the mirror image, covering supplier invoices, accrued wages, taxes due and the portion of any loan repayable within the year.
The ratio simply divides one by the other. The measure matters because profitable businesses still fail when they run out of cash.
A supplier deciding whether to offer credit terms, a bank reviewing a facility and a board weighing a dividend all want to know whether short-term obligations are comfortably covered. It is usually the first number a credit analyst calculates, precisely because it takes seconds and flags obvious trouble.
Interpretation depends heavily on the industry. Supermarkets often operate below 1.0 quite safely because they collect cash from shoppers instantly while paying suppliers on sixty-day terms, whereas a manufacturer holding months of raw materials may need 2.0 or more.
Comparing a company against its own history and against direct competitors is far more informative than comparing it against a textbook target. A very high ratio is not automatically good news either.
Cash sitting idle, receivables that customers are slow to pay and inventory nobody wants all inflate the ratio while signalling poor management of working capital. Analysts therefore pair the current ratio with the quick ratio, which strips out inventory and prepayments to test how the company would cope if stock could not be sold quickly.
The measure is also a snapshot, taken on one specific date, and it can be flattered deliberately. A company that pays down a chunk of short-term debt just before year end will report a better ratio without any change in underlying health, which is why lenders often test the figure at several dates or require a rolling average.

Example
A growing electrical contractor applies for a $500,000 credit line and the bank calculates a current ratio of 1.1. The lender approves a smaller facility with a covenant requiring the ratio to stay above 1.2, forcing the owner to collect receivables faster rather than simply borrowing more.

A specialist bookseller reports a current ratio of 3.4, which the new finance director recognises as a warning rather than a triumph. Most of the figure is slow-moving stock that has sat on shelves for over a year, and she writes down $180,000 of it after a proper review.

Worked example. A regional packaging manufacturer reports the following at its financial year end. Cash and equivalents of $400,000, trade receivables of $900,000, inventory of $1,000,000 and prepaid expenses of $100,000.
Total current assets = $400,000 + $900,000 + $1,000,000 + $100,000 = $2,400,000. Current liabilities consist of trade payables of $850,000, accrued wages and taxes of $250,000 and the current portion of a bank loan of $400,000, giving total current liabilities of $850,000 + $250,000 + $400,000 = $1,500,000.
Current asset ratio = $2,400,000 / $1,500,000 = 1.6. The company therefore holds $1.60 of short-term assets for every $1.00 of short-term obligations. For comparison, the quick ratio strips out inventory and prepayments: ($2,400,000 - $1,000,000 - $100,000) / $1,500,000 = $1,300,000 / $1,500,000 = 0.87, which shows that without selling stock the business would be about $200,000 short of covering its near-term bills.Case study
Seen in the real world.
The following is an illustrative and fictional example. Copperfield Tools, an invented maker of garden equipment, reported a current ratio of 2.3 and told its board that liquidity was strong. Six months later it could not pay a $300,000 supplier invoice on time.
The problem was hidden inside the numerator. Of $3,200,000 in current assets, $2,100,000 was inventory, and roughly a third of that was seasonal stock that only sold in spring. Its quick ratio, once inventory and prepayments were removed, was closer to 0.6, and no amount of a healthy-looking headline figure could turn spades in a warehouse into cash in November.
Copperfield's finance team responded by tracking the quick ratio and a thirteen-week cash forecast alongside the current ratio, and by agreeing a seasonal overdraft facility sized to bridge the autumn gap. The illustrative moral is that the current ratio answers a useful question but not the only one, and that its weakest assumption is that inventory converts to cash on demand.
Watch out
Common mistakes.
- Treating 2.0 as a universal target, when the sensible level varies enormously by industry and a healthy supermarket can run comfortably below 1.0.
- Assuming a higher ratio is always better, when an unusually high figure often reflects idle cash, uncollected invoices or obsolete inventory rather than genuine strength.
- Forgetting that the ratio is measured on a single date, which makes it easy to flatter by timing a payment or a collection either side of the year end.
