Debt Capacity

Debt capacity is the maximum amount of borrowing a business can take on and still comfortably service, given its earnings, cash flow and the assets it can pledge. It is the practical ceiling set by what lenders will accept and what the business can repay without putting itself at risk.

What it means

Debt capacity is not a single fixed number but a judgement based on several tests applied together. Lenders look at earnings relative to debt, at how comfortably cash flow covers interest, and at the value of any assets available as security, then set the limit at whichever test binds first.

It matters because it is the real constraint on growth plans that rely on borrowing. A company can have an excellent acquisition in front of it and still be unable to proceed, not because the deal is bad but because the resulting debt would breach the level lenders and its own board consider safe.

The most common measure is a multiple of EBITDA, which is earnings before interest, tax, depreciation and amortisation, used as a rough stand-in for cash generation. A stable business with predictable contracted revenue might support three to four times EBITDA, while a cyclical or capital-hungry business may be limited to one or two.

Interest cover provides the second test, comparing operating profit with the annual interest bill. A lender wanting operating profit to be at least three times interest is effectively saying that profit could fall by two thirds before the company struggled to pay what it owes.

Sensible practice is to distinguish between maximum capacity and target capacity. Most well-run businesses deliberately borrow less than the ceiling so that headroom remains for a downturn or an unexpected opportunity, and that unused capacity is itself a form of financial flexibility.

Example

A family-owned bakery chain with $5,000,000 of EBITDA is offered a site portfolio requiring $20,000,000 of debt. At the four times multiple its bank will accept, capacity is $20,000,000 in total and existing debt is already $9,000,000, so the owners take a partner for the equity portion instead.

A private equity firm assessing a buyout models the target's debt capacity across three demand scenarios and sizes the loan against the downside case. The deal proceeds with less debt than the base case allows, protecting covenant compliance if trading softens.

A listed group deliberately runs at 1.5 times EBITDA against a stated policy ceiling of 2.5 times, keeping roughly $60,000,000 of unused capacity available so it can move quickly when a competitor comes up for sale.

Formula

Calculation

Total debt capacity = EBITDA x maximum leverage multiple. Remaining headroom = total debt capacity - existing debt. A distribution business generates EBITDA of $12,000,000 a year. Its lenders are comfortable with total debt at up to 3.5 times EBITDA for a company of this type. Total debt capacity = $12,000,000 x 3.5 = $42,000,000. The company already has $18,000,000 of borrowings, so remaining headroom = $42,000,000 - $18,000,000 = $24,000,000. Now apply the interest cover test as a cross-check. If new debt is priced at 8%, drawing the full $24,000,000 adds 8% x $24,000,000 = $1,920,000 of annual interest, taking total interest to roughly $1,440,000 on existing debt plus $1,920,000, which is $3,360,000. With operating profit of $9,000,000, cover would be $9,000,000 / $3,360,000 = 2.7 times, below a 3.0 times requirement, so the binding limit is interest cover rather than the leverage multiple.

Case study

Seen in the real world.

Redgate Cold Storage is a fictional business created for this illustrative example. It operated temperature-controlled warehouses, generated $8,000,000 of EBITDA and carried $10,000,000 of debt, comfortably inside the four times multiple its lender applied to asset-backed operators.

Management proposed a $22,000,000 expansion funded entirely by borrowing, arguing that capacity of $32,000,000 left ample room. The finance director pointed out that two thirds of EBITDA came from three contracts, two of which were up for renewal within the year, and that losing one would cut EBITDA to $6,000,000 and capacity to $24,000,000, leaving the company barely inside its limit.

Redgate proceeded with a $12,000,000 first phase funded by debt and deferred the rest until the contracts were renewed. In this illustrative case the arithmetic supported the full amount, but the concentration of earnings behind that arithmetic did not.

Watch out

Common mistakes.

  • Treating debt capacity as a target to reach. The ceiling is a limit, not a plan, and borrowing right up to it removes the flexibility needed to survive a bad year.
  • Using a single EBITDA multiple for every business. Multiples vary widely by sector and by how predictable the earnings are, so a rule of thumb borrowed from another industry is close to meaningless.
  • Forgetting that capacity moves with earnings. A fall in EBITDA reduces the ceiling automatically, which is how companies breach covenants without borrowing another dollar.

Does leasing count towards debt capacity?

Generally yes, since lease obligations are fixed commitments and most lenders and accounting standards now treat them in a similar way to borrowing.

How do assets affect capacity?

Property, vehicles and other pledgeable assets support secured lending at lower rates, so an asset-heavy business can often carry more debt than an asset-light one with identical earnings.

What is the difference between capacity and appetite?

Capacity is what lenders and the numbers will permit, while appetite is how much risk the board is willing to accept, and prudent boards keep appetite well below capacity.
