Debt-to-EBITDA

Debt-to-EBITDA compares how much a company owes with how much cash profit it generates each year before interest, tax, depreciation and amortisation. A result of 4.0x means the business would need roughly four years of current earnings to clear its borrowings.

Lenders use it as a shorthand for how heavily a company is geared and how much room it has before repayment becomes a struggle.

What it means

EBITDA is a rough proxy for the cash a business produces from trading, stripped of financing choices and accounting estimates. Setting debt against it gives a single figure that travels well across industries and company sizes, which is why it appears in loan agreements far more often than any balance sheet ratio.

Bankers routinely describe a business as "three and a half times levered" and expect everyone in the room to understand the implication. The ratio matters most in loan covenants, where a maximum multiple is written into the contract and tested each quarter.

Breach it and the lender gains rights it did not previously have, from charging a higher margin to demanding immediate repayment. That is why finance teams watch the trend rather than the level, since a rising multiple gives warning long before a breach arrives.

What counts as acceptable depends entirely on the industry. Software firms with predictable subscription income can carry four or five times EBITDA comfortably, while a construction company with lumpy revenue might be considered stretched above two.

Utilities and property businesses sit higher still because their cash flows are unusually steady. Many agreements use net debt rather than gross debt, subtracting cash balances on the basis that a company sitting on real money is less exposed than the headline number suggests.

The distinction can move the ratio meaningfully, so it always pays to check which version a covenant or a broker's note is quoting. Some lenders also add lease obligations back into debt, which raises the multiple again.

The weakness of the measure is that EBITDA is not cash. It ignores capital spending, working capital swings and tax, so a capital hungry manufacturer can look comfortable on debt-to-EBITDA while having almost nothing left to repay lenders with.

Sensible analysts pair it with a cash flow measure rather than trusting it alone.

A private equity backed distributor reports EBITDA of $18,000,000 against net debt of $72,000,000, a 4.0x multiple that sits at the top of its lender's comfort range. The board pauses a planned acquisition until earnings grow enough to create headroom.

A family owned engineering firm applies for a $5,000,000 facility with EBITDA of $1,400,000 and existing debt of $900,000. The new loan would take leverage to about 4.2x, so the bank offers $3,000,000 instead and asks for a personal guarantee.

A listed retailer sees leverage rise from 2.1x to 3.15x in a single year, not because it borrowed more, but because a weak Christmas cut EBITDA by a third. The share price falls on covenant fears rather than on the trading result itself.

Calculation

Debt-to-EBITDA = total debt / EBITDA. The net version is (total debt - cash and equivalents) / EBITDA. A packaging manufacturer carries $24,000,000 of borrowings and generated EBITDA of $6,000,000 last year. Gross debt-to-EBITDA = $24,000,000 / $6,000,000 = 4.0x, meaning four years of current cash profit would be needed to repay the debt. The company also holds $4,000,000 of cash, so net debt is $24,000,000 - $4,000,000 = $20,000,000 and net debt-to-EBITDA = $20,000,000 / $6,000,000 = 3.33x. If its loan covenant caps net leverage at 3.5x, the business is inside the limit, but a fall in EBITDA to $5,700,000 would push the ratio to $20,000,000 / $5,700,000 = 3.51x and trigger a breach.

Seen in the real world.

The following is a fictional, illustrative case. Brightloom Foods, an invented ready meals producer, borrowed $30,000,000 to buy a competitor when its combined EBITDA was forecast at $10,000,000, giving pro forma leverage of 3.0x against a covenant ceiling of 4.0x. The integration looked straightforward on paper.

Two ingredient price shocks and a delayed factory consolidation cut actual EBITDA to $7,500,000, lifting leverage to $30,000,000 / $7,500,000 = 4.0x and putting the company exactly on its covenant limit. The finance director spotted the trajectory two quarters early from a rolling twelve month EBITDA chart rather than from the annual accounts.

Brightloom's fictional management negotiated a temporary covenant reset to 4.5x in exchange for a higher margin and a pause on dividends. Leverage fell back to 3.2x within eighteen months, and the episode became a standing argument inside the company for testing covenants against downside cases rather than budgets.

Watch out

Common mistakes.

  • Comparing the ratio across industries as though a single benchmark applied, when acceptable leverage for a utility is far higher than for a housebuilder.
  • Quoting net leverage while a covenant is measured on gross debt, which can hide a breach until the lender's own calculation arrives.
  • Treating EBITDA as available cash and forgetting that capital spending, tax and interest all have to be paid out of it first.
