Defensive Interval Period

The defensive interval period estimates how many days a business could keep paying its day to day running costs using only its liquid assets, if no new money came in at all. It divides cash, short term investments and receivables by average daily operating expenses to produce an answer in days rather than a ratio.

A result of 90 days means the company could operate for roughly three months on what it already holds.

What it means

Most liquidity measures produce an abstract number, such as a current ratio of 1.8, which means little to anyone outside finance. The defensive interval period converts the same idea into days of survival, which every manager understands immediately.

That translation is the whole point of the measure and the reason boards often prefer it to the traditional ratios. The calculation uses defensive assets, meaning those convertible to cash quickly: cash and equivalents, marketable securities and trade receivables.

Inventory is deliberately excluded, because a business fighting for survival rarely converts stock to cash at anything close to book value. The denominator is average daily cash operating expenses, which excludes non-cash charges such as depreciation.

The measure earns its keep during shocks. When revenue stops abruptly, whether through losing a dominant customer, a supply failure or a wider disruption, the question every board asks is how long the company has, and this calculation answers it directly.

Many businesses first ran the number in earnest during periods when trading halted with no warning. There is no universal target, though many advisers suggest 60 to 120 days for an established company with predictable costs.

Businesses with lumpy revenue, long sales cycles or heavy fixed costs need more, while a subscription business collecting monthly in advance can operate safely on less. The trend over time is usually more informative than the level in any single month.

The obvious limitation is that it assumes zero income, which is a deliberately harsh scenario. Sensible practice is to run a second version at partial revenue, say 40% of normal, and to check whether the receivables in the numerator would genuinely be collected by customers who are probably struggling in the same conditions.

A recruitment agency losing its largest client calculates a defensive interval of 47 days. The board uses that figure to justify an immediate hiring freeze and a renegotiation of its office lease rather than waiting for the next quarterly review.

A software business with annual contracts billed in advance reports a defensive interval of 210 days. Its investors treat the cushion as room to fund a costly product rebuild without raising new capital.

A manufacturer proud of a current ratio of 2.4 finds its defensive interval is only 38 days, because most of its current assets sit in slow moving raw material stock. The contrast prompts a serious review of inventory levels.

Defensive interval period = (cash and equivalents + marketable securities + net receivables) / average daily operating expenses, where average daily operating expenses = annual cash operating expenses / 365. A specialist engineering firm holds $900,000 in cash, $300,000 in marketable securities and $1,500,000 of net receivables. Defensive assets = $900,000 + $300,000 + $1,500,000 = $2,700,000. Its annual operating expenses are $12,000,000, of which $1,050,000 is depreciation and other non-cash charges, giving cash operating expenses of $12,000,000 - $1,050,000 = $10,950,000. Average daily cash expenses = $10,950,000 / 365 = $30,000, so the defensive interval period = $2,700,000 / $30,000 = 90 days.

Seen in the real world.

The following is an illustrative and entirely invented example. Corran Marine Services, a fictional supplier of parts to commercial shipping, had a comfortable current ratio of 2.1 and a management team confident about its liquidity. Two thirds of its current assets were specialist spare parts that could take a year or more to sell.

A new finance director calculated the defensive interval period instead. Excluding inventory, the fictional company held $1,150,000 of defensive assets against average daily cash expenses of $23,000, giving just 50 days of cover, and about 40% of the receivables were owed by two customers in the same struggling sector.

Corran's board responded by agreeing an unused $750,000 revolving facility, cutting slow moving stock lines by a third over eighteen months, and adding the defensive interval to its monthly reporting pack. When one of those two customers did fail the following year, the fictional business absorbed the loss without emergency measures.

Watch out

Common mistakes.

  • Including inventory in defensive assets, which defeats the purpose of a measure designed to count only what can be turned into cash quickly.
  • Using total operating expenses without removing depreciation and other non-cash items, which understates the number of days of cover.
  • Counting receivables at full value when a large share is owed by a single customer that may be in the same trouble as the business itself.
