DeFi

DeFi, short for decentralised finance, is a set of financial services that run on public blockchains through automated software rather than through banks or brokers. Lending, borrowing, trading and interest-bearing deposits are handled by smart contracts, which are self-executing programmes that hold funds and enforce rules automatically.

Anyone with a compatible digital wallet can use these services without opening an account or passing a bank's approval process.

What it means

In traditional finance an institution sits in the middle of every transaction, holding your money and deciding whether a trade or loan goes ahead. DeFi replaces that intermediary with code published openly on a blockchain.

The rules for interest, collateral and settlement are written into the contract, and they execute the same way for everyone. Most DeFi activity falls into a handful of categories.

Decentralised exchanges let people swap one token for another against a pool of assets supplied by other users, lending protocols let holders deposit assets to earn interest or borrow against them, and stablecoins provide tokens designed to hold a steady value against a currency such as the dollar. For business readers the practical interest is usually settlement speed and access rather than speculation.

Transactions clear in minutes at any hour, across borders, without correspondent banking, which is genuinely useful for some treasury and payment problems. The trade-off is that there is no chargeback, no customer service desk and no deposit protection scheme.

Risk in DeFi is different in kind, not just in degree. A coding error in a smart contract can drain a pool in a single transaction, collateral requirements are enforced automatically with no grace period, and headline interest rates often reflect token incentives that can stop at any time.

Regulatory treatment also varies widely by country and continues to change. Finance teams that engage with DeFi tend to do so cautiously and with clear boundaries.

Typical controls include capping exposure to a small share of treasury, sticking to long-established protocols that have been independently audited, and documenting the accounting and tax treatment before any funds move.

A digital services agency with clients in five countries settles supplier payments in a dollar-pegged stablecoin to avoid three-day international transfers. Its finance lead caps the balance held on-chain at $50,000 and converts to bank currency weekly.

A crypto-native startup holds $2,000,000 of tokens it does not want to sell. It deposits them into a lending protocol and borrows $600,000 of stablecoin at a 333% collateralisation ratio to fund payroll without triggering a taxable disposal.

A corporate treasurer evaluates a DeFi deposit offering 9% annual yield and compares it with a 4% bank deposit. After reviewing the smart contract audit history and the absence of deposit protection, the treasurer limits the allocation to 2% of surplus cash.

Collateralisation Ratio = (Value of Collateral / Value of Loan) x 100 A treasury team deposits $15,000 of crypto assets into a lending protocol and borrows $6,000 of a dollar-pegged stablecoin against that collateral. The collateralisation ratio is ($15,000 / $6,000) x 100 = 250%. The protocol automatically liquidates any position that falls below 150%. That threshold is reached when the collateral is worth $6,000 x 1.5 = $9,000, so the collateral can lose $15,000 - $9,000 = $6,000 of value before liquidation, which is a fall of $6,000 / $15,000 = 40%. Because crypto assets can move that far within a day, cautious borrowers keep ratios well above the minimum, and a team wanting a 60% buffer would borrow only $15,000 x 0.40 / 1.5 = $4,000.

Seen in the real world.

Meridian Analytics is a fictional data consultancy used purely as an illustrative example. Working with clients in eight countries, it grew tired of international wire transfers that took three working days and cost roughly $45 each, and it began accepting payment in a dollar-pegged stablecoin from three willing clients.

Settlement dropped from three days to under ten minutes, and transaction costs fell to a few dollars. The finance manager then wrote a short policy: balances on-chain capped at $75,000, conversion to bank currency every Friday, only two well-established protocols permitted, and no borrowing against holdings.

Six months in, one of the smaller protocols Meridian had considered suffered a contract exploit and users lost funds. Because the policy had excluded it, Meridian was unaffected. The illustrative lesson is that DeFi can solve a specific operational problem well, but only inside explicit limits set before the first transaction.

Common mistakes.

  • Assuming a DeFi deposit is protected like a bank deposit, when there is no compensation scheme if a protocol fails.
  • Reading a headline yield as a reliable annual return, when much of it may come from token incentives that can end abruptly.
  • Borrowing near the liquidation threshold, because automated liquidation happens instantly with no negotiation or grace period.
