What it means
Most profit measures are a snapshot, but earnings momentum measures a change in the rate of change. If a company grew earnings per share 10% one quarter and 20% the next, momentum is positive even though both quarters were profitable.
The reverse also counts: growth falling from 30% to 12% is negative momentum despite strong absolute numbers. The idea matters because markets extrapolate.
A business whose growth is accelerating is usually gaining share, pricing better or spreading fixed costs over more volume, and investors assume the trend has further to run. That assumption lifts the earnings multiple at the same time as earnings rise, so the share price moves twice over.
In practice momentum is measured on year-on-year growth rates so that seasonality is stripped out. Analysts compare the current period's growth rate with the previous period's growth rate and express the difference in percentage points.
A common alternative tracks the direction of consensus estimate revisions instead, on the view that rising forecasts are momentum in its purest form. The approach has a well-known weakness, which is that momentum reverses and often does so sharply.
Growth rates cannot accelerate indefinitely, and the quarter when acceleration stops tends to produce the largest fall, because the earnings and the multiple reset together. Comparisons against a weak prior-year period can also manufacture momentum that has nothing to do with underlying trading.
Managers inside a private business can use the same lens without any reference to share prices. Tracking whether the growth rate of gross profit or contribution is rising or falling month by month gives an early warning that a healthy-looking absolute number is masking a slowdown.

A subscription software company reports revenue growth steady at about 25% for three quarters, but EPS growth accelerates from 8% to 14% to 23% as the fixed cost base is covered. Analysts describe this as operating leverage showing up as earnings momentum, and the shares rerate upwards even though the revenue line has not changed pace.

A construction materials supplier posts 40% profit growth against a pandemic-hit prior year, then 6% the following quarter once the weak comparison base has passed. Nothing has gone wrong operationally, but the momentum reading collapses and momentum-driven funds sell, which surprises a management team that thinks it is delivering a good year.

A regional restaurant group tracks month-on-month growth in contribution per site rather than share prices. Management notices that growth has slipped from 12% to 9% to 5% over three months while absolute contribution is still rising, and uses the trend to pause a planned opening programme.

A distribution business earned EPS of $1.00 in the third quarter of last year and $1.10 in the third quarter of this year, which is growth of $0.10 / $1.00 = 10%. In the fourth quarter it earned $1.44 against $1.20 a year earlier, which is growth of $0.24 / $1.20 = 20%. Momentum between the two quarters is 20% - 10% = +10 percentage points of acceleration. If first-quarter EPS then rises from $0.90 to $0.99, that is 10% growth again and momentum turns to 10% - 20% = -10 percentage points, a clear deceleration even though profit is still growing.Case study

The following is a fictional illustration. Harborline Logistics is an invented freight forwarder whose earnings growth accelerated for six consecutive quarters, from 5% to 9% to 16% and eventually to 31%, as it filled spare capacity in its warehouse network. Its price to earnings multiple expanded from 14 times to 26 times over the same stretch, so shareholders enjoyed both higher profit and a higher price on that profit.
In the seventh quarter, growth came in at 18%. In absolute terms this was the second-best quarter in the company's history, yet the shares fell by roughly a third, because the multiple contracted back towards the mid-teens as investors concluded that the acceleration phase had ended.
The illustrative point is that earnings momentum is a two-sided trade. The same mechanism that produces outsized gains on the way up produces outsized falls when the growth rate merely slows, which is why boards that court momentum investors should be prepared for a violent reaction to a perfectly respectable quarter.

- Confusing earnings momentum with earnings growth, when momentum is about the change in the growth rate rather than the growth rate itself.
- Reading momentum off quarter-on-quarter figures in a seasonal business, which produces swings driven purely by the calendar.
- Ignoring the prior-year comparison base, so that a rebound from an unusually weak period is mistaken for genuine acceleration.
