Effective Tax Rate Ratio

The effective tax rate ratio expresses a company's tax expense as a proportion of its pre-tax profit, and is often taken a step further by comparing that proportion with the statutory rate. Presented as a decimal rather than a percentage, it slots naturally into a ratio pack alongside margin, gearing and return measures.

A ratio well below 1.0 against the statutory rate means the business is keeping more of its profit than the tax code's headline number suggests.

What it means

In ratio analysis, analysts prefer figures that sit on a comparable scale, so tax expense divided by pre-tax profit is often reported as 0.19 rather than 19%. The underlying arithmetic is identical to the effective tax rate, but the ratio framing invites a second comparison against the statutory benchmark.

That second step is what gives the ratio its analytical value. Dividing the effective rate by the statutory rate produces a single number showing how much of the legal tax burden the company actually carries, which is far easier to compare across countries with different headline rates.

The ratio is used most often in three settings: screening a portfolio of companies for unusual tax positions, benchmarking a subsidiary against its peer group, and testing the durability of reported earnings. A ratio that drops sharply in one year is a prompt to read the tax note rather than an automatic sign of good management.

Interpretation depends heavily on what sits behind the number. Persistent research credits or genuine operations in lower tax jurisdictions produce a sustainably low ratio, while released provisions and expiring loss relief produce a temporary one that will revert.

The main limitation is the same as for any single ratio: it says nothing about cash. A company can report a ratio near the statutory benchmark while paying almost no cash tax, because deferred tax on capital allowances sits inside the accounting charge.

An investment analyst screening forty industrial companies flags three with an effective tax rate ratio below 0.5 against their statutory rates. Two turn out to have legitimate long term research credits, while the third is relying on loss relief that expires within two years, and only that one has its earnings forecast downgraded.

A group finance director compares the ratio across six subsidiaries and finds one at 1.15, meaning it pays more than the statutory rate. Investigation shows a large block of non deductible entertainment and penalty costs that the local team had not been tracking.

Effective tax rate ratio = Total income tax expense / Pre-tax income, and the benchmark version is Effective tax rate / Statutory tax rate A logistics group reports pre-tax income of $5,000,000 and a total income tax expense of $900,000 for the year. Effective tax rate ratio = $900,000 / $5,000,000 = 0.18, which is the same as an effective tax rate of 18%. The statutory rate in its main jurisdiction is 24%. The benchmark ratio is therefore 18% / 24% = 0.75, meaning the group bears three quarters of the headline tax burden. Put in dollars, tax at the statutory rate would have been $5,000,000 x 0.24 = $1,200,000, so the company saved $1,200,000 - $900,000 = $300,000 relative to the statutory position.

Seen in the real world.

This is an illustrative, entirely fictional scenario. Ashcombe Group, an invented holding company with four trading subsidiaries, published a ratio pack every quarter covering margins, gearing and returns but had never included anything on tax. Its consolidated effective tax rate ratio quietly fell from 0.21 to 0.11 over two years.

When the group added the measure to its pack, the fall turned out to be almost entirely driven by one subsidiary using historic losses that had roughly eighteen months of life left. Group forecasts had been built on the low rate continuing, which overstated projected post-tax profit by around $1,400,000 across the three year plan.

Ashcombe's fictional board revised the plan to assume the ratio returning to 0.20 from the following year, and deferred a proposed acquisition that had only cleared its return threshold on the flattering tax assumption. The chief executive later called it the cheapest bad deal the group never did.

Watch out

Common mistakes.

  • Reporting the ratio without stating which statutory rate it is being benchmarked against, which makes cross border comparison meaningless.
  • Extrapolating a single year's ratio into a long term forecast without checking whether the drivers behind it are recurring.
  • Calculating the ratio on profit after exceptional items in one year and before them in another, so the trend reflects presentation rather than tax.
