What it means
Banks hold reserve balances at the Federal Reserve, and at the end of each day some have more than they need while others are short. The overnight market that squares those positions is the federal funds market, and the average rate paid in it is what gets reported as the fed funds rate.
Two numbers travel under the same name, which is a common source of confusion. The target range is what the policy committee announces, for example 4.25% to 4.50%, while the effective rate is what banks actually paid, published each morning as a volume-weighted median of the previous day's trades.
The rate matters far beyond the banks that trade in it. The prime rate, floating-rate business loans, credit card pricing and short-term deposit yields all move with it, so a change works its way into company interest bills within weeks rather than years.
Modern implementation is not what most textbooks describe. With plentiful bank reserves, the Fed steers the rate mainly by setting the interest it pays on reserve balances and by offering an overnight facility to a wider set of institutions, rather than by buying and selling securities each day.
For a treasurer the practical use is as a forecasting anchor. Futures contracts on the rate give a market-implied path for the next year or two, and that path is a more honest input to a budget than a flat assumption that today's rate persists.

A corporate treasurer prices a new revolving facility quoted at the benchmark plus 200 basis points. Because the benchmark tracks the fed funds rate closely, she models interest cost across the market-implied rate path rather than assuming today's level holds all year.

A bank's asset and liability committee reviews its deposit pricing after the effective rate rises by 25 basis points. It passes on 10 basis points to savers and keeps the rest, widening net interest margin for the quarter.

Effective fed funds rate = the volume-weighted median of overnight fed funds transactions, meaning the rate at which cumulative traded volume passes half the day's total. Overnight interest = principal x rate x (1 / 360).
Suppose a trading day sees three groups of transactions: $30 billion at 4.30%, $50 billion at 4.33% and $20 billion at 4.40%, for total volume of $100 billion. Sorting from the lowest rate upwards, cumulative volume reaches $30 billion (30%) after the first group and $80 billion (80%) after the second, so the halfway point falls inside the second group and the effective rate is 4.33%. A bank borrowing $200,000,000 overnight at that rate on a 360-day convention pays $200,000,000 x 4.33% x (1 / 360) = $24,055.56 in interest.Case study

The following is a fictional, illustrative example. Alderbrook Foods, an invented ready-meal producer, built its annual budget on the assumption that its floating-rate borrowing cost would stay exactly where it stood in December. The finance team had never looked at what the futures market implied about the path of the overnight rate.
When the treasurer finally checked, the implied path pointed to roughly 75 basis points of increases spread across the year, which on the company's $9,000,000 average drawn balance amounted to about $67,500 of additional interest that the budget did not contain. Presenting that gap early let the board adjust the capital expenditure plan instead of discovering the shortfall in the third quarter.
Alderbrook now rebuilds its interest forecast quarterly from the market-implied path and reports the variance against it. The illustrative point is that the market's view of the overnight rate is freely available and beats a flat assumption.
Watch out
Common mistakes.
- Quoting the target range and the effective rate as if they were the same number. The range is the policy setting; the effective rate is the traded outcome and normally sits within, but not exactly at, the middle of the range.
- Assuming that a change in the overnight rate passes fully into deposit rates. Banks typically pass on increases to borrowers faster and more completely than to savers.
- Treating fed funds lending as risk free because it is short. The loans are unsecured, so the lending bank carries overnight credit exposure to the borrower even though the term is a single day.
