Financial Leverage

Financial leverage is the use of borrowed money to increase the potential return on the owners' investment. Because interest is a fixed cost, every extra dollar of operating profit above the interest bill flows to shareholders, which magnifies gains in good years and losses in bad ones.

It is the deliberate acceptance of higher risk in exchange for higher potential reward.

What it means

The mechanism is simple once you see it. If a company can borrow at 6% and earn 15% on the money it invests, the 9 percentage point difference belongs to the shareholders, and the more it borrows the larger that gap becomes in total.

The same mechanism runs in reverse. Interest must be paid whether trading is strong or weak, so a fall in operating profit hits shareholders harder in a geared company than in one funded entirely by equity.

This amplification effect is what analysts mean when they say leverage increases the volatility of returns. Financial leverage is usually measured in two ways.

The degree of financial leverage shows how sensitive profit before tax is to a change in operating profit, while balance sheet measures such as gearing or the equity multiplier show how much debt is in place. The first is about sensitivity and the second about structure.

It is worth separating financial leverage from operating leverage, which arises from fixed costs in the trading model rather than from borrowing. A business with heavy fixed costs and heavy debt has both, and the combined effect can make profit swing violently on modest changes in sales.

Companies with high operating leverage generally choose lower financial leverage to compensate. The nuance that matters is that leverage has an optimal range rather than a right answer.

Up to a point, adding cheap debt lowers the overall cost of capital and lifts returns to owners, but past that point lenders demand higher margins, covenants tighten and the risk of distress starts to reduce the value of the business. Boards typically target a range and stress test it against a serious downside.

Example

A property investor buys a $2,000,000 warehouse with $500,000 of her own money and $1,500,000 of debt. A 10% rise in the property's value adds $200,000, which is a 40% return on her equity, and a 10% fall would wipe out 40% of it just as quickly.

A private equity owner acquires a facilities management company using 60% debt. Over five years the debt is repaid from cash flow, so even with flat trading the owners' stake grows substantially as borrowings shrink.

A restaurant group funds a refurbishment programme with a term loan just before consumer spending softens. Sales fall 8%, but because of interest and rent commitments profit before tax falls by more than 30%, and the group pauses further expansion.

Financial leverage is like buying a bigger house with a mortgage. You might build more equity if prices rise, but you're risking more if they fall.

Degree of Financial Leverage = Operating Profit (EBIT) / (Operating Profit - Interest Expense) A commercial laundry business earns operating profit of $2,000,000 and pays interest of $400,000, so profit before tax is $2,000,000 - $400,000 = $1,600,000. Degree of Financial Leverage = $2,000,000 / $1,600,000 = 1.25 That figure means every 1% change in operating profit produces a 1.25% change in profit before tax. Test it: if operating profit rises 20% to $2,400,000, profit before tax becomes $2,400,000 - $400,000 = $2,000,000, an increase from $1,600,000 of 25%, which is exactly 20% x 1.25. The same multiplier applies downwards. A 20% fall in operating profit to $1,600,000 leaves profit before tax of $1,200,000, a 25% decline, which is why lenders and boards care about how much leverage a business is carrying into an uncertain year.

Case study

Seen in the real world.

Tamworth Precision Tools is an invented, illustrative manufacturer used here to show leverage in action. Its board wanted to double capacity and had two funding options for a $6,000,000 investment: all equity from existing shareholders, or $4,500,000 of debt at 7% plus $1,500,000 of equity.

Under the base plan, the expanded business would earn operating profit of $2,100,000. With the all-equity route, shareholders would own everything and profit before tax would be the full $2,100,000. With the debt route, interest of $315,000 would reduce profit before tax to $1,785,000, but shareholders would have invested only a quarter as much new money, so the return on their equity was materially higher.

The finance director then modelled a downside in which a major automotive customer halved its orders and operating profit fell to $700,000. Under the geared structure, profit before tax dropped to $385,000 and interest cover fell to 2.2 times, uncomfortably close to the bank's 2.0 times covenant. In this fictional case the board chose a middle option of $3,000,000 of debt, accepting a slightly lower expected return in exchange for surviving the downside without renegotiating anything.

Watch out

Common mistakes.

  • Thinking of leverage only as a way to boost returns and forgetting that the same multiplier applies to losses with equal force.
  • Confusing financial leverage with operating leverage, when one comes from borrowing and the other from fixed costs in the trading model.
  • Judging the right level of leverage from the base case alone, rather than testing whether the business still services its debt in a serious downside.

They are closely linked, with gearing being the balance sheet ratio that measures the debt in place and leverage being the broader effect that debt has on returns and risk.

Why do companies use debt at all if it adds risk?

Debt is usually cheaper than equity, the interest is normally tax deductible, and it lets existing owners fund growth without giving away part of the business.

What level of leverage is too much?

There is no universal limit, but once interest cover falls below roughly 2.0 times or the downside case shows a covenant breach, most boards and lenders treat the position as too stretched.
