Free Cash Flow Conversion

Free cash flow conversion measures how much of a company's reported earnings actually turn into spendable cash, usually shown as free cash flow divided by EBITDA. A conversion rate of 60% means that for every dollar of earnings before interest, tax, depreciation and amortisation, sixty cents ends up as cash the business can use.

It is one of the fastest ways to sanity-check whether reported profits are real.

What it means

Earnings can be inflated by accounting choices, slow-paying customers or stock sitting in a warehouse, so the conversion rate acts as a bridge between the income statement and the bank balance. A business converting 90% of EBITDA into free cash flow is collecting quickly and spending modestly on assets, while one converting 30% is tying its earnings up somewhere.

Investors and lenders watch the ratio closely because it predicts whether a company can service debt and fund growth without new borrowing. Two businesses with identical EBITDA and very different conversion rates are not remotely equivalent, and credit committees will price that difference into the interest rate.

The calculation is simple once the numerator and denominator are defined consistently. Free cash flow is operating cash flow less capital expenditure, and EBITDA is the earnings measure before interest, tax, depreciation and amortisation, so the ratio effectively captures everything those add-backs ignored: cash taxes, working capital and real asset spending.

Different industries convert at very different rates, which makes cross-sector comparison meaningless. Software companies routinely convert most of their EBITDA because they need little physical equipment, whereas capital-hungry sectors such as telecoms, mining or heavy manufacturing convert far less and are judged against their own peer group.

The nuance worth remembering is that a very high conversion rate is not always good news. It can mean a company is starving its asset base of investment, so the ratio should be read alongside maintenance capital expenditure and the age of the equipment it depends on.

A private equity firm screening acquisition targets rejects a manufacturer whose EBITDA has grown 20% while conversion has fallen from 65% to 38%. The diligence team traces the gap to inventory build and equipment replacement that the seller had deferred.

A subscription software business reports conversion above 90% because customers pay annually in advance and the company owns almost no equipment. Its finance director uses that figure when negotiating a credit facility, since lenders care more about cash than accounting profit.

A hotel group tracks conversion by property and finds one site converting far below the others. The cause is a refurbishment cycle rather than weak trading, so the group reports conversion both before and after refurbishment spend to keep the comparison fair.

Free Cash Flow Conversion = (Free Cash Flow / EBITDA) x 100, where Free Cash Flow = Operating Cash Flow - Capital Expenditure A business services group reports EBITDA of $15,000,000 for the year. Its cash flow statement shows operating cash flow of $12,000,000, the difference being cash tax paid, interest and a modest working capital outflow. Free Cash Flow = $12,000,000 - $3,000,000 of capital expenditure = $9,000,000 Free Cash Flow Conversion = ($9,000,000 / $15,000,000) x 100 = 60% So sixty cents of every EBITDA dollar reaches the point where it can fund dividends, debt repayment or acquisitions. If the group had held capital expenditure at $1,500,000, free cash flow would have been $10,500,000 and conversion would have risen to 70%, which is exactly the trade-off the board must weigh against the risk of underinvesting in equipment.

Seen in the real world.

Ardenway Logistics is a fictional regional freight operator used purely as an illustrative example. For four years its board reported EBITDA growth to shareholders and treated the figure as a proxy for cash generation, which felt reasonable while the fleet was new.

As the vehicles aged, replacement spending climbed sharply and conversion slid from 72% to 41% without EBITDA ever falling. Because nobody was tracking the ratio, the deterioration only became visible when the company needed to refinance and the bank asked how much cash was actually left after keeping the fleet on the road.

The illustrative fix was reporting, not operations. Ardenway added free cash flow conversion to its monthly board pack, split fleet spend into replacement and expansion, and set a policy that dividends would be paid from free cash flow rather than from EBITDA. Conversion recovered to 58% over two years as the replacement cycle passed its peak.

Watch out

Common mistakes.

  • Comparing conversion rates across unrelated industries, when an asset-light software business and a heavy manufacturer will never converge on the same benchmark.
  • Changing the definition between periods, such as excluding capital expenditure one year and including it the next, which makes the trend meaningless.
  • Reading a very high conversion rate as unambiguously positive, when it can signal that essential maintenance investment is being deferred.

It depends heavily on the sector, but many mature, asset-light businesses target 70% or better, while capital-intensive companies may operate healthily at 30% to 50%.

Should conversion be measured against EBITDA or net income?

EBITDA is the more common denominator because it isolates the effect of working capital, tax and capital expenditure, though net income is sometimes used when comparing companies with very different debt levels.

Why would conversion be above 100%?

Usually because working capital released cash during the period, for example through faster collections or lower inventory, and that boost is unlikely to repeat every year.
