Funds From Operations to Debt Ratio

The funds from operations to debt ratio compares the cash a business generates from trading, after interest and tax, with the total debt it owes. It is expressed as a percentage and answers a simple question: what share of the debt could be repaid from one year of operating cash.

Credit rating agencies and lenders use it as one of their main tests of how much borrowing a company can safely carry.

What it means

Funds from operations, usually shortened to FFO, is operating cash generated before movements in working capital. Starting from operating earnings, you deduct the cash actually paid in interest and tax, which gives a cleaner picture of recurring capacity than either accounting profit or a single year's cash flow.

Dividing that figure by total debt produces a percentage that behaves like an inverse of a leverage multiple. A ratio of 25% implies roughly four years of operating cash to clear the debt, and a ratio of 10% implies about ten years, so higher is stronger.

Rating agencies publish indicative bands by sector, and while the exact thresholds vary, investment grade issuers in stable industries commonly show ratios above 20% to 30%. Utilities and infrastructure businesses are allowed lower ratios because their revenues are regulated and predictable, whereas cyclical manufacturers are expected to show more headroom.

The ratio is preferred to a simple debt to EBITDA multiple because it accounts for the actual cost of servicing the debt. Two companies with identical earnings and identical borrowings can look very different once one is paying 4% on its loans and the other is paying 9%.

One source of confusion is worth flagging. Property investment trusts use the same three letters for a different measure, defined as net income plus property depreciation and excluding gains on sales, so it is always worth checking which definition a document intends.

Example

A rating agency reviewing a regional utility accepts a ratio of 14% because tariffs are set by a regulator and demand barely varies with the economy. It applies a much higher expectation to an automotive supplier with the same borrowings.

A treasury team modelling a proposed $80 million acquisition finds the ratio would fall from 26% to 17% on completion. They restructure the deal with more equity so the company keeps the credit rating that underpins its cheap bond funding.

A private lender monitoring a healthcare services borrower notices the ratio slipping for three consecutive quarters as interest costs rise on floating rate debt. The lender opens an early conversation about pricing and hedging rather than waiting for a covenant breach.

Funds from operations to debt = Funds from operations / Total debt x 100, where funds from operations is commonly built as EBITDA less cash interest paid less cash tax paid. A packaging manufacturer reports EBITDA of $95,000,000, pays cash interest of $22,000,000 and cash tax of $13,000,000. Funds from operations = $95,000,000 - $22,000,000 - $13,000,000 = $60,000,000. Total debt, combining a $180,000,000 bond, a $55,000,000 term loan and $15,000,000 of finance leases, is $250,000,000. Ratio = $60,000,000 / $250,000,000 x 100 = 24%. At 24%, the company would need a little over four years of current operating cash to repay its borrowings in full, which sits within the range most lenders regard as sound for a manufacturer with steady demand.

Case study

Seen in the real world.

Brightwater Beverages is an illustrative, entirely fictional soft drinks producer that borrowed $300 million to buy two regional bottlers. In the year after the deal it generated EBITDA of $84 million, paid cash interest of $21 million and cash tax of $9 million, giving funds from operations of $54 million and a ratio of 18%.

The rating agency's guidance for the sector suggested that anything below 20% put the company's investment grade rating at risk. Management had assumed the debt to EBITDA multiple of 3.6 times looked acceptable, and had not focused on how much of the operating cash was being absorbed by interest on floating rate borrowings.

The response was a three-part plan: fixing the interest rate on two thirds of the debt, selling a non-core distribution depot for $40 million and applying the proceeds to repayment, and pausing the dividend for one year. Within eighteen months funds from operations reached $61 million against debt of $255 million, a ratio of 24%, and the rating was affirmed. The company is fictional, and the sequence simply illustrates why this ratio is watched more closely than earnings multiples alone.

Watch out

Common mistakes.

  • Confusing the credit rating version of funds from operations with the property trust version, which is defined differently and used for a completely different purpose.
  • Using debt net of cash without saying so, which can flatter the ratio when a company is holding cash it has already committed to spend.
  • Judging a single year in isolation, when one strong or weak trading period can move the ratio far more than the underlying credit quality has changed.
