Gross Leverage

Gross leverage measures how much total debt a business carries relative to its earnings, without giving any credit for the cash sitting in its bank accounts. It is usually expressed as a multiple, such as "three times", and answers a simple question: how many years of current earnings would it take to repay every borrowing in full?

Lenders use it as a quick read on how heavily a company is borrowed.

What it means

The calculation compares total debt against EBITDA, which is earnings before interest, tax, depreciation and amortisation, a rough proxy for the cash a business generates from trading. Because it uses gross debt rather than debt minus cash, it is the more conservative of the two common leverage measures.

A company with a large cash pile will always look more indebted on a gross basis than on a net basis. Lenders care about this figure because loan agreements are frequently written around it.

A covenant might state that gross leverage must stay below 3.5 times, tested every quarter, and breaching that level can trigger penalty interest or even make the loan repayable on demand. That makes gross leverage one of the few ratios a finance team watches month by month rather than once a year.

The reason lenders often prefer the gross measure is that cash can disappear quickly. It may be earmarked for a supplier payment, trapped in an overseas subsidiary, or required as a working capital float, so treating it as an automatic offset against debt can flatter the picture.

Gross leverage strips out that optimism and looks only at what is owed. What counts as "acceptable" varies enormously by sector.

Stable, asset-heavy businesses with predictable cash flows can often sustain gross leverage of four to six times, while volatile or early-stage companies may struggle to support even two times. The right comparison is always against sector peers rather than an absolute rule of thumb.

There is a second, unrelated use of the phrase in insurance, where gross leverage compares an insurer's premiums and reserves against its capital base. Context makes it clear which one is meant, but it is worth knowing that the same two words describe two different measures.

Example

A packaging manufacturer negotiating a refinancing is told its facility will be priced off gross leverage. At 4.0 times it falls into a higher margin band, so the treasurer proposes repaying $6,000,000 of the revolver before the test date to move into the cheaper band.

A private equity investor screens three potential acquisitions in the same sector. Two carry gross leverage of around 2.5 times and one sits at 5.8 times, which immediately flags the third as either a bargain or a distressed situation requiring far deeper diligence.

Example

A software business with $40,000,000 of cash from a recent funding round shows gross leverage of 3.2 times but net leverage of just 0.4 times. The board reports both figures to shareholders so the balance sheet strength is not hidden by the more conservative measure.

Gross Leverage = Total Debt / EBITDA Worked example. A manufacturing group has bank loans of $30,000,000, a revolving credit facility drawn to $12,000,000 and finance leases of $6,000,000. Total debt is $30,000,000 + $12,000,000 + $6,000,000 = $48,000,000. EBITDA for the last twelve months was $12,000,000. Gross Leverage = $48,000,000 / $12,000,000 = 4.0 times For comparison, if the group holds $6,000,000 of cash, net debt is $48,000,000 - $6,000,000 = $42,000,000, and net leverage is $42,000,000 / $12,000,000 = 3.5 times. The half-turn difference is exactly why lenders specify which version a covenant refers to.

Case study

Seen in the real world.

The following is a fictional, illustrative scenario. Halloway Precision Components, an invented engineering firm, borrowed $36,000,000 to fund a new production line at a point when EBITDA was running at $12,000,000 a year, giving gross leverage of 3.0 times against a covenant limit of 3.75 times.

A single large customer then delayed orders for two quarters and EBITDA fell to $9,000,000. Debt had not changed, so gross leverage rose to $36,000,000 divided by $9,000,000, or 4.0 times, breaching the covenant even though the company still held $7,000,000 in cash and was comfortably paying its interest.

Because the covenant was written on a gross rather than net basis, that cash provided no relief. Halloway's finance director negotiated a temporary waiver in exchange for a higher margin and a commitment to apply surplus cash to debt repayment, which brought the ratio back inside the limit within three quarters.

Watch out

Common mistakes.

  • Assuming gross leverage and net leverage are interchangeable, when the difference between them can easily decide whether a covenant is breached.
  • Leaving finance leases, overdrafts or shareholder loans out of total debt, which understates the ratio and creates an unpleasant surprise at the next covenant test.
  • Comparing gross leverage across industries as though a single threshold applies, rather than benchmarking against companies with similar cash flow stability.

Because cash can be committed, trapped or spent quickly, so lenders often decline to treat it as a guaranteed offset against borrowings.

Can gross leverage be improved without repaying debt?

Is a high gross leverage always bad?

Not necessarily, since predictable businesses such as utilities routinely operate at high multiples that would be dangerous for a cyclical company.
