What it means
Every country used to write account numbers its own way, which made international payments slow and error-prone. The IBAN was introduced to give banks a single predictable format: a two-letter country code, two check digits, and then the country's own domestic account details, up to a maximum of 34 characters in total.
The two check digits are the clever part. They are calculated from the rest of the string using a mathematical test, so if someone mistypes a single character or swaps two digits, the number almost always fails validation instantly rather than sending funds into the void.
For a business, the practical importance is in the payments and treasury workflow. Getting an IBAN wrong on a supplier payment can mean days of delay, repair fees charged by intermediary banks, and in the worst case funds credited to a real but wrong account, which is far harder to recover than a payment that simply bounces.
An IBAN is not the same thing as a BIC or SWIFT code, and confusing the two is one of the most common causes of failed transfers. The IBAN identifies the specific account; the BIC identifies the bank itself.
Many cross-border payments still ask for both, particularly outside the areas where IBAN-only routing is standard. Coverage is wide but not universal.
Most of Europe, much of the Middle East and a growing number of other countries use IBANs, while the United States, Canada and Australia do not issue them and rely on their own routing systems, so a US supplier will give you a routing number and account number instead.

An IBAN is validated with the mod-97 test: move the first four characters to the end, replace each letter with a number (A = 10 through Z = 35), then divide the resulting long number by 97. A valid IBAN always leaves a remainder of exactly 1.
Take the standard example IBAN GB82 WEST 1234 5698 7654 32. Moving GB82 to the end gives WEST12345698765432GB82. Replacing the letters gives W = 32, E = 14, S = 28, T = 29, G = 16 and B = 11, so the string becomes 3214282912345698765432161182.
Dividing 3214282912345698765432161182 by 97 leaves a remainder of 1, so the IBAN passes the check. If a clerk had typed one digit wrongly, the remainder would almost certainly have been some other number and the payment system would have rejected the entry at the point of keying rather than after the transfer failed.Case study

Northmoor Instruments is a fictional company used here purely as an illustrative case: a mid-sized maker of laboratory equipment paying about forty European suppliers each month. For years its finance team keyed bank details straight from PDF invoices into the payment file, and roughly one payment a month came back rejected days later.
After one rejected payment delayed a component shipment by a week, the controller introduced two changes. Supplier bank details were entered once into the master file and validated by the IBAN check-digit test at the point of entry, and any change to an existing IBAN required a call-back to a phone number already on file rather than one supplied in the email requesting the change.
In this illustrative scenario the rejected payments effectively stopped, but the more valuable outcome was the second control. Three months later the team received a convincing email asking to update a long-standing supplier's IBAN, the call-back reached a confused supplier who had sent no such request, and a five-figure payment was never made.
