Industrial Production

Industrial production measures how much physical output a country's factories, mines and utilities actually produce over a given period. It is normally published as an index number rather than a dollar total, so a reading of 115 means output is 15% above the level in a chosen base year.

Businesses and economists watch it closely because factory activity tends to turn up or down before the wider economy does.

What it means

Industrial production covers manufacturing, mining and utilities: the parts of an economy that make, extract or generate physical things. It deliberately leaves out services, agriculture and usually construction, so it captures only a slice of national output, often around a fifth of a developed economy.

That narrow focus is the whole point, because industrial output swings far harder than service activity does. For a business, the index works as a demand signal that arrives before your own order book moves.

If factory output has been shrinking for three months in a row, industrial customers are running down inventory rather than placing fresh orders, and your pipeline will usually feel it a quarter later. Suppliers of components, freight, packaging and industrial software all read the number this way.

Statistical agencies build the index from physical output data such as tonnes of steel, vehicles assembled or kilowatt hours generated, then weight each industry by its share of value added. The whole series is rebased so that a chosen reference year equals 100, which makes comparisons across decades straightforward.

Most commentary quotes the month-on-month or year-on-year percentage change rather than the index level itself. Two nuances catch people out.

The first is capacity utilisation, a companion figure showing what share of installed capacity is actually running, which tells you whether rising output is straining plants or simply refilling idle lines. The second is revision, because early readings are estimates that get restated once fuller survey data arrives.

Definitions also differ across borders, so cross-country comparisons need care. Some countries fold construction into the industrial basket, others report energy separately, and seasonal adjustment methods vary enough to move a headline figure by a few tenths of a percentage point.

Industrial Production Index = (output in the current period / output in the base period) x 100 Percentage change = (current index - prior index) / prior index x 100 Suppose the base year basket of industrial output was worth $250 billion, and the same basket of goods this year is worth $287.5 billion measured at constant prices. The index is $287.5 billion / $250 billion x 100 = 115.0, so industrial output stands 15% above the base year. Now compare two recent months. If last month's index was 104.0 and this month's reading is 107.12, the change is (107.12 - 104.0) / 104.0 x 100 = 3.12 / 104.0 x 100 = 3.0%. A 3.0% monthly jump in industrial output would be treated as an unusually strong print and would normally prompt a check for one-off effects such as a plant restarting after a shutdown.

In this illustrative scenario, Pallantine Forge Components is a fictional supplier of precision castings to vehicle and appliance makers. For years its sales team forecast by asking customers what they expected to order, which produced cheerful numbers right up until orders collapsed.

A new finance director plotted five years of company revenue against the national industrial production index and found that Pallantine's shipments tracked the index almost exactly, delayed by about ten weeks. When the index dipped 2.4% over a quarter, the company held off on hiring twelve production staff and negotiated shorter raw material commitments.

Orders duly softened the following quarter, but Pallantine entered the downturn with lean inventory and no redundancy costs. The lesson in this fictional case is not that the index predicts the future perfectly, but that an external, independently published measure beats optimistic customer chatter as an early warning.

Watch out

Common mistakes.

  • Treating the index level as a dollar amount. An index of 115 does not mean $115 billion of output; it means output is 15% higher than in whichever year the statisticians set as 100.
  • Assuming industrial production represents the whole economy. In most developed countries services dominate, so industrial output can contract while overall growth stays positive.
  • Reacting to a single monthly reading. These figures are volatile and heavily revised, so the three-month moving average is far more informative than any one print.
