Inventory to Net Working Capital Ratio

The inventory to net working capital ratio compares the value of stock with the money a business has left over once its short-term debts are covered. Net working capital is current assets minus current liabilities, so this ratio asks how much of that cushion is made up of goods rather than cash.

A figure close to or above 1.0 means the entire buffer is effectively sitting in the warehouse.

What it means

Net working capital is the safety margin that keeps a company trading between paying suppliers and collecting from customers. The quality of that margin depends on what it is made of, since a buffer of cash and near-due customer payments behaves very differently from a buffer of unsold goods.

The ratio matters because it exposes a specific kind of fragility. A business with a large positive working capital figure can still fail to pay its bills on time if that figure exists only because the warehouse is full, and this measure makes that situation visible in a single number.

Analysts generally treat readings below 0.5 as comfortable, readings between 0.5 and 1.0 as worth watching, and readings above 1.0 as a warning that stock exceeds the whole net buffer. Those bands shift by industry, so a stock-heavy distributor is judged against other distributors rather than against a service firm.

The calculation behaves oddly when net working capital is small or negative. If current liabilities exceed current assets the denominator turns negative and the ratio becomes meaningless, so the sensible response is to report the underlying figures rather than a nonsensical percentage.

Management uses the measure alongside stock ageing. A ratio of 0.9 built from fast-selling goods that turn over ten times a year is far less alarming than the same 0.9 built from slow lines that have not moved in six months.

Lenders sometimes write the ratio into loan agreements as a covenant, capping it at a level the borrower must not exceed. That is a strong signal of how seriously credit teams treat the difference between a buffer made of cash and one made of goods, and it gives management a hard reason to review buying decisions monthly rather than annually.

A tyre distributor reports net working capital of $3,000,000 with inventory of $2,700,000, giving a ratio of 0.90. Its lender adds a covenant capping the ratio at 1.0 to prevent further stock building.

A speciality coffee roaster keeps the ratio near 0.35 by buying green beans on short cycles. When a shipping delay forces a larger buffer purchase, the ratio rises to 0.62 and the founders plan a temporary credit line rather than being caught out.

A uniform supplier wins a large contract and pre-builds stock, pushing the ratio from 0.55 to 1.20. Because the goods are contracted for delivery within eight weeks, the board accepts the spike as a planned and time-limited position.

Inventory to net working capital ratio = Inventory / (Current assets - Current liabilities) Take a building products merchant with current assets of $2,400,000 and current liabilities of $1,400,000. Its inventory stands at $800,000. Net working capital = $2,400,000 - $1,400,000 = $1,000,000. Ratio = $800,000 / $1,000,000 = 0.80, or 80%. Four fifths of the company's short-term cushion is stock. If sales slowed and inventory rose to $1,100,000 while net working capital stayed at $1,000,000, the ratio would reach 1.10, meaning the business would have no non-stock buffer at all and would depend entirely on selling goods to meet its next round of payments.

Case study

Seen in the real world.

Carrowfield Tools is a fictional distributor created to illustrate this ratio. Its accounts showed current assets of $5,600,000 against current liabilities of $3,600,000, so net working capital looked healthy at $2,000,000 and the current ratio of 1.56 attracted no comment.

Inventory, however, stood at $2,300,000, giving a ratio of 1.15. Every dollar of the buffer, and more besides, was tied up in tools and spare parts, several ranges of which had been discontinued by the manufacturer.

When a major customer delayed payment by six weeks, the company had no liquid cushion to absorb the gap and had to ask its bank for emergency support. In this illustrative case the board afterwards adopted the ratio as a monthly reporting measure, with a target ceiling of 0.75.

Watch out

Common mistakes.

  • Calculating the ratio when net working capital is negative and reporting the resulting negative percentage as if it were meaningful.
  • Assuming a low ratio is always good, when it can reflect a business that is starved of stock and turning away orders it could otherwise fill.
  • Ignoring the composition of the stock, so a ratio driven by obsolete lines is treated the same as one driven by fast-moving goods.
