What it means
The ratio is drawn straight from the balance sheet, using total liabilities as the numerator and total shareholders' equity as the denominator. Total liabilities is deliberately broad: it includes bank borrowings but also trade payables, accruals, tax owed, lease obligations and provisions.
That breadth is what distinguishes it from the narrower debt to equity ratio, which counts only interest-bearing borrowings. Because it captures every obligation, the liability to equity ratio gives a fuller picture of how dependent a business is on other people's money.
A retailer with no bank debt at all can still show a ratio above 2.0 if it takes long credit from suppliers and collects cash from customers immediately, which is a legitimate and often deliberate funding model. Lenders, credit insurers and suppliers use the ratio as a first screen on financial resilience.
Equity acts as a cushion that absorbs losses before creditors are affected, so a thin equity base relative to obligations means creditors have less protection if trading deteriorates. Interpretation depends heavily on sector and business model.
Manufacturers and service businesses often sit between 0.5 and 2.0, banks operate at far higher levels by design, and asset-light consultancies frequently sit below 1.0. A ratio that looks alarming in one context is unremarkable in another.
One nuance worth understanding is that equity can be distorted by accounting history. Years of buying back shares, paying large dividends or carrying goodwill written down to nil can leave a perfectly healthy company with very small book equity and therefore a frightening-looking ratio.

Consider Stonebridge Flooring, a distribution business. Its balance sheet shows total assets of $4,500,000, total liabilities of $2,700,000 and shareholders' equity of $1,800,000. The three figures reconcile, since $2,700,000 + $1,800,000 = $4,500,000.
The ratio is $2,700,000 / $1,800,000 = 1.5. In plain terms, for every $1 of owner capital in the business there is $1.50 of obligations to suppliers, lenders and other creditors.
Now suppose Stonebridge retains $600,000 of profit for the year and repays $300,000 of its bank loan. Liabilities fall to $2,400,000 and equity rises to $2,400,000, giving a ratio of $2,400,000 / $2,400,000 = 1.0.
