Liquidity Index

The liquidity index measures how many days, on average, it would take to turn a company's current assets into cash. It weights each asset by how long it takes to convert, so a business holding slow-moving stock scores worse than one sitting on cash.

A lower number means faster access to cash and less strain if a bill arrives early.

What it means

Traditional liquidity ratios such as the current ratio simply compare current assets to current liabilities, treating every asset as equally available. That is misleading, because $1 of cash and $1 of specialised inventory are not the same thing when payroll is due on Friday.

The liquidity index fixes this by attaching a conversion time to each asset class and producing a single weighted average in days. Building the index requires three inputs: the value of each current asset category, the number of days it takes to convert that category into cash, and the total of those assets.

Cash is assigned zero days. Receivables take as long as your average collection period, and inventory takes the time to sell plus the time to then collect from the customer.

The output is expressed in days rather than as a ratio, which makes it unusually easy to explain to non-finance colleagues. Telling an operations manager that the business is 69 days from cash lands harder than quoting a current ratio of 1.8.

It also gives a clear improvement target, because shaving collection days or clearing dead stock moves the number directly. The main nuance is that the index says nothing about whether you have enough assets, only how quickly they convert.

A company can have a beautifully low index and still be insolvent if current liabilities dwarf current assets, so the measure works best alongside the current ratio and a rolling cash forecast.

Example

A wholesale food business calculates a liquidity index of 31 days because it holds mostly cash and fast-turning stock. Its bank is comfortable extending an overdraft on that basis even though the current ratio is only 1.3.

A machinery manufacturer reports a liquidity index of 148 days, driven by large work-in-progress balances. The board uses the number to justify a deposit policy requiring 30% up front on every order.

A fashion retailer tracks its liquidity index monthly and sees it climb from 55 to 82 days after a poor season. The merchandising team is given a clearance target specifically to bring the index back below 60 days.

Calculation

Liquidity Index = sum of (asset amount x days to convert) / total current assets A distributor has three current asset categories. Cash of $200,000 converts in 0 days. Trade receivables of $300,000 convert in 40 days. Inventory of $500,000 takes 75 days to sell and then a further 40 days to collect, so 115 days in total. The weighted amounts are: cash $200,000 x 0 = $0; receivables $300,000 x 40 = $12,000,000; inventory $500,000 x 115 = $57,500,000. Adding these gives $69,500,000, and total current assets are $200,000 + $300,000 + $500,000 = $1,000,000. The liquidity index is $69,500,000 / $1,000,000 = 69.5 days. If the business cut its collection period from 40 days to 30, receivables would weight to $9,000,000 and inventory to $52,500,000, giving $61,500,000 / $1,000,000 = 61.5 days, an improvement of 8 days from one change.

Case study

Seen in the real world.

This is a fictional illustration. Copperfield Tiles, an invented importer of ceramic tiles, passed every conventional liquidity test with a current ratio of 2.1, yet kept missing supplier payment dates and paying late fees.

When the finance manager built a liquidity index, the picture became clear: $1,400,000 of the $2,000,000 in current assets was slow-moving tile stock taking roughly 130 days to sell and collect, producing an index of about 96 days. The healthy-looking current ratio was propped up by assets that would not become cash for over three months.

Copperfield responded by discontinuing two slow ranges, moving to consignment for a third, and offering a 2% early-settlement discount to its largest trade customers. Within two quarters the illustrative company's index fell to 64 days and the late payment fees stopped.

Watch out

Common mistakes.

  • Using a single average conversion time for all current assets. The whole value of the index comes from treating cash, receivables and inventory differently.
  • Forgetting that inventory must first be sold and then collected. Counting only the days to sell understates the index badly for businesses that sell on credit.
  • Reading a low index as proof of solvency. The measure ignores liabilities entirely, so it must be paired with a ratio that looks at what you owe.

Lower is better, because it means current assets convert to cash in fewer days.

What conversion days should I use for prepayments?

Prepaid costs never become cash at all, so most analysts either exclude them or assign a long conversion period to avoid flattering the result.

How often should the index be calculated?

Monthly is normal for businesses with volatile stock, and quarterly is usually enough for service firms with little inventory.
