Loan to Deposit Ratio

The loan to deposit ratio compares how much money a bank has lent out with how much money customers have deposited with it. It is a quick read on whether the bank is funding its lending from stable customer savings or leaning on other, more expensive sources of money.

A ratio of 80% simply means the bank has lent $80 for every $100 of deposits it holds.

What it means

Banks earn their living by taking in deposits and lending that money out at a higher rate of interest. The loan to deposit ratio, often shortened to LDR, measures the balance between those two activities at a single point in time.

For anyone outside the finance team, the ratio matters because it signals how much room a bank has left to keep lending. A bank sitting at 60% has spare deposits available to fund new loans, while one at 105% has already lent more than it holds and must borrow from wholesale markets to grow.

Regulators and analysts watch the number because it also flags liquidity risk, meaning the risk of not having enough cash on hand when depositors ask for their money. Deposits can be withdrawn at short notice, whereas loans are tied up for years, so a very high ratio leaves a bank exposed if savers move elsewhere.

Most healthy commercial banks sit somewhere between 70% and 90%, although the comfortable range varies by country and by business model. A very low ratio is not automatically good news either, because a bank at 45% may be earning very little on a large pile of idle cash.

Definitions vary in the small print, and that is where comparisons go wrong. Some calculations use net loans after provisions for bad debts while others use gross loans, and some count only customer deposits while others add certificates of deposit, so always check that both banks are measured the same way.

A community bank in a farming region reports an LDR of 68% after a strong harvest season pushes local savings balances up. The board treats the low ratio as spare capacity and approves a push into small business lending rather than sitting on the extra cash.

A fast-growing digital lender shows an LDR of 118% because it funds most of its mortgage book with money borrowed from wholesale markets rather than retail deposits. When market funding costs jump, its margins are squeezed far harder than those of a deposit-funded rival.

Loan to Deposit Ratio = (Total Loans / Total Deposits) x 100 Take a regional bank with $840 million of outstanding loans and $1,050 million of customer deposits. Dividing $840 million by $1,050 million gives 0.80. Multiplying by 100 converts that to 80%, so the bank has lent out 80 cents of every dollar deposited and retains 20 cents to meet withdrawals and other obligations. If the bank then wrote another $105 million of loans without attracting new deposits, loans would rise to $945 million and the ratio would climb to 90%.

Case study

Seen in the real world.

Harbourline Savings Bank is a fictional mid-sized lender created purely to illustrate the point. Over three years its deposit base grew slowly at 3% a year while its loan book grew at 14%, pushing the loan to deposit ratio from 76% to 103% almost without anyone noticing.

In this illustrative story the gap was plugged with short-term borrowing from other banks, which was cheap and easy to arrange. When funding markets tightened, Harbourline had to renew that borrowing at much higher rates, and its net interest margin fell sharply even though every loan on its books was still performing.

The management team responded by launching a deposit campaign with better savings rates and by slowing new lending for two quarters. The ratio came back to 88%, which cost some short-term profit but left the bank far less dependent on money it did not control.

Common mistakes.

  • Assuming a lower ratio is always safer, when a persistently low ratio can mean a bank is earning poor returns on idle deposits.
  • Comparing two banks without checking whether both use gross or net loans and the same definition of deposits.
  • Reading the ratio as a profitability measure rather than what it is, a funding and liquidity indicator.
