Long-Term Debt to Net Working Capital Ratio

This ratio compares a company's long-term borrowing with its net working capital, which is current assets minus current liabilities. It shows how much long-dated debt is being carried for every dollar of short-term funds available to run the business day to day.

A result of 1.2 means long-term debt is 1.2 times the cushion the company has for paying its immediate bills.

What it means

Net working capital is the money circulating through stock, customer invoices and cash after short-term obligations have been covered. Setting long-term debt against it links two things that are often looked at separately: the weight of borrowing and the liquidity available to service it.

The ratio matters because loan repayments are made from working capital, not from buildings or machinery. A company with $4 million of long-term debt and only $500,000 of net working capital has very little room to absorb a late-paying customer or a slow quarter before repayments become a genuine problem.

Credit analysts often prefer this measure to simpler leverage ratios for smaller, trading-focused businesses. It captures the practical question a lender cares about, which is whether the borrower has enough liquid resources circulating to keep meeting fixed commitments while continuing to trade.

The measure has an obvious weakness at the extremes. If net working capital is very small the ratio becomes huge, and if it is negative the ratio turns negative and stops meaning anything, so it should always be read alongside the underlying figures rather than on its own.

A lower result is generally better, and many analysts become uneasy above about 1.0, though seasonal businesses need care. A garden centre measured in February will show a very different working capital position from the same business measured in June, so the timing of the balance sheet date matters enormously.

Example

A builders' merchant reports long-term debt of $2 million against net working capital of $2.5 million, a ratio of 0.8. Its bank views the position as comfortable because stock turns quickly and the trade counter generates daily cash.

An electronics assembler shows a ratio of 3.4 after a large equipment loan coincided with a build-up of slow-moving stock. The finance team runs a clearance sale and renegotiates supplier terms, lifting net working capital and bringing the ratio under 2.0.

A seasonal ice cream producer measures the ratio in both January and July and gets 4.1 and 0.9 respectively. It agrees with its lender to test the covenant on a twelve-month average so the seasonal swing does not trigger a false alarm.

Long-Term Debt to Net Working Capital Ratio = Long-Term Debt / (Current Assets - Current Liabilities) A specialist tool distributor has current assets of $2,500,000, made up of stock of $1,400,000, receivables of $900,000 and cash of $200,000. Its current liabilities are $1,000,000, so net working capital is $2,500,000 minus $1,000,000, which equals $1,500,000. Its long-term debt, consisting of a mortgage of $1,200,000 and equipment finance of $600,000, totals $1,800,000. Dividing $1,800,000 by $1,500,000 gives 1.2, so the company carries $1.20 of long-term debt for every dollar of net working capital.

Seen in the real world.

Ashgrove Instruments is a fictional maker of laboratory equipment, created to show this ratio in action. It took on $2.4 million of long-term debt to fund a calibration facility, at a point when net working capital stood at $2 million and the ratio was a manageable 1.2.

Two large hospital customers then extended their payment terms from 30 to 90 days, and in this illustrative example receivables ballooned while cash drained away. To keep suppliers paid, Ashgrove increased its overdraft, which lifted current liabilities, cut net working capital to $900,000 and pushed the ratio to 2.7.

The finance director responded on three fronts: invoice discounting to convert receivables into cash sooner, a switch to consignment stock for the most expensive components, and a repayment holiday agreed with the term lender. Within a year net working capital recovered to $1.8 million and the ratio settled at 1.3.

Watch out

Common mistakes.

  • Calculating the ratio when net working capital is negative and then reporting the negative result as if it were meaningful.
  • Using a single year-end balance sheet for a seasonal business, which can flatter or damage the picture depending on the date chosen.
  • Counting the current portion of long-term loans in the numerator, when that instalment already sits within current liabilities.
