What it means
Lending is selling promises, and some promises break. When a bank concludes a loan will not be repaid, it charges the loan off the books, and whatever it later recovers offsets the loss.
The net figure is the honest one, because gross charge-offs overstate the damage when recoveries arrive for years, and subtracting them gives the loss the portfolio actually suffered. The rate standardises the measure.
Dividing net charge-offs by average loans outstanding lets a small credit union and a giant bank be compared on the same scale, and the Federal Reserve publishes the benchmark with quarterly charge-off and delinquency rates covering the whole United States banking industry, split by loan type, as the macro read on consumer and business credit health. Cycles show through the data: charge-offs spike in recessions, trough in booms, and lead indicators like delinquencies warn quarters before the write-offs arrive.
Loan type tells different stories, as credit cards carry structurally higher charge-off rates than mortgages because they are unsecured, while commercial real estate losses arrive in waves tied to property cycles. Small lenders feel it first, because community banks concentrated in local borrowers see their charge-off rates swing with regional fortunes, and diversification across geographies is the classic defence.
The provision connects to the income statement. Banks provision for expected losses ahead of charge-offs, and when provisions consistently miss the eventual net charge-offs, investors question management's honesty.
Accounting standards shape the timing too, since expected-loss regimes push provisions earlier, so the charge-off increasingly confirms what the provision already predicted rather than surprising anyone. Analysts watch the ratio's spread, because a bank whose net charge-off rate persistently beats peers on the same loan mix is either underwriting better or recovering harder, and both are durable advantages.
Securitisation passes the measure through, as investors in card and auto loan pools receive monthly NCO data, and trigger levels written into deals turn the metric into a contractual tripwire. For a business owner borrowing or lending, the rate is a market weather report, since rising industry charge-offs mean tightening credit standards and harder renewal conversations months before your own bank calls.
The measure completes the credit picture because origination standards, delinquency flows, provisions and charge-offs form one chain, and reading the whole chain beats reacting to any single link.
In practice
Real-world examples.
Example
A bank reports a 0.4% net charge-off rate on mortgages but 4.5% on credit cards, reflecting the security difference. The house behind a mortgage can be sold to recover part of the loss. Security explains most of the spread.
Example
Industry card charge-offs climb for six straight quarters, and lenders across the market cut limits and raise score cut-offs. Small businesses that rely on cards for working capital find their limits trimmed. Tightening follows the published trend.
Example
A recovery on a defaulted business loan arrives three years after charge-off, trimming that year's net figure. The bank books it as a recovery, not as new income. The earlier loss figure is not restated.
Formula
Calculation
Net charge-off rate = (gross charge-offs - recoveries) / average loans outstanding, annualised.
Worked example. A bank charges off $5 million, recovers $1 million and has $400 million of average loans. Net charge-offs are $5 million - $1 million = $4 million, so the rate is $4 million / $400 million = 1.0%.
A card portfolio shows how much higher unsecured rates run. With $2 billion of average balances, gross charge-offs of $120 million and recoveries of $20 million, net charge-offs are $100 million and the rate is $100 million / $2,000 million = 5.0%.Case study
Seen in the real world.
In this illustrative fictional case, Mateo, credit chief of a regional lender, watches card delinquencies climb three quarters running. He tightens new lending limits now, before the charge-offs land, and his board questions the lost growth. Twelve months later competitors post record NCO rates while his portfolio's losses stay below plan, and the lost growth is forgotten. The early warning earned its keep.
Watch out
Common mistakes.
- Reading gross charge-offs as the loss, when recoveries are a real and material offset, and only the net figure feeds honest comparison.
- Comparing charge-off rates across loan types, when cards and mortgages live in different loss universes, and security and term drive the difference. Segment before you compare anything.
- Treating the rate as a surprise, when delinquency trends telegraph charge-offs quarters ahead, and the early warning is freely published. The chain starts at origination.
Questions
People also ask.
What is a net charge-off?
Debt written off as uncollectable minus recoveries on previously charged-off loans. The net charge-off rate divides this by average loans, giving the standard measure of realised credit loss. Recoveries arrive for years after. The Federal Reserve tracks it industry-wide.
Why does it matter to the economy?
It tracks how much credit is going bad. The Federal Reserve publishes industry-wide charge-off rates quarterly, and rising readings signal tightening credit and stress in household and business finances. Lenders watch it before renewing.
How do banks manage it?
By provisioning ahead of losses and acting on early warnings. Delinquency data precedes charge-offs by quarters, giving lenders time to tighten standards before the write-offs land. Provisions lead the write-offs.
