What it means
The idea is the same as a lender asking for a deposit on a mortgage. When a pool of assets is packaged to support debt, the issuer deliberately puts in more assets than are strictly needed, and that surplus is the first line of defence when borrowers in the pool default.
It matters because it is what allows a pool of ordinary loans to support highly rated bonds. Investors buying the senior notes are not relying on every borrower paying; they are relying on the cushion being deep enough that losses never reach them, which is what a rating agency is really assessing.
The size of the cushion is set by looking at expected losses in stressed conditions and then adding a margin. A pool of prime car loans might need only 8% to 10% of extra collateral, while a pool of unsecured consumer loans might need 25% or more, because the loss experience is worse and more volatile.
Deals usually include a test that measures the cushion continuously. If the ratio falls below an agreed trigger, cash that would have gone to the junior investors is diverted to repay senior notes early, which rebuilds protection automatically rather than waiting for anyone to act.
The same principle appears outside securitisation, in repo transactions and in crypto lending, where it is often described as a haircut or a collateral ratio. The wording differs but the logic is identical: post more value than you borrow, so the lender is protected against a fall in the collateral's price.

Example
A car finance company securitises $250,000,000 of loans and issues $212,500,000 of bonds, keeping a 15% cushion. The rating agency assigns a top rating to the senior tranche largely because that cushion covers several times the historic loss rate on similar pools.
Example
A bank borrows cash overnight in the repo market against government bonds and posts $102,000,000 of bonds for $100,000,000 of cash. The 2% haircut is overcollateralization, protecting the lender if bond prices slip before the trade unwinds.

A structured deal breaches its overcollateralization test after a run of defaults. Cash that would have paid the junior tranche is redirected to repay senior notes, and the junior investors receive nothing until the ratio is restored.

Overcollateralization amount = collateral value - debt issued. Overcollateralization ratio = collateral value / debt issued, and the level is often quoted as a percentage of the notes.
A specialist lender pools $100,000,000 of equipment loans and issues $80,000,000 of notes against them. The cushion is $100,000,000 - $80,000,000 = $20,000,000, the ratio is $100,000,000 / $80,000,000 = 1.25, or 125%, and the overcollateralization level expressed against the notes is $20,000,000 / $80,000,000 = 25%.
Now suppose a recession pushes losses in the pool to 15%, destroying $15,000,000 of collateral and leaving $85,000,000 of performing loans. That still exceeds the $80,000,000 of notes, so noteholders are repaid in full and the cushion falls to $5,000,000, a ratio of $85,000,000 / $80,000,000 = 1.0625. Losses would have to exceed $20,000,000, or 20% of the pool, before the notes took any hit at all.Case study
Seen in the real world.
The following is an illustrative and fictional case. Pennhurst Lending, an invented small-ticket equipment financier, wanted to fund growth by issuing bonds against its loan book. Its first proposal offered $95,000,000 of notes against $100,000,000 of loans, a 5% cushion, and investors declined at any yield.
Working with an adviser, the fictional company restructured the deal to $78,000,000 of notes against the same $100,000,000 pool, a cushion of $22,000,000. The senior notes then priced at a much lower coupon, and although Pennhurst raised $17,000,000 less cash, its annual interest bill fell by roughly $1,900,000 compared with the original structure's likely pricing.
Two years into this illustrative story a downturn pushed pool losses to 11%. The cushion absorbed the damage, no noteholder lost a cent, and Pennhurst returned to the market for a second deal on similar terms, which it could not have done had the first structure failed.
Watch out
Common mistakes.
- Assuming a large cushion makes a deal safe regardless of the underlying assets, when a poor-quality pool can burn through 25% of protection quickly.
- Reading the ratio as a static number, when defaults, prepayments and the cash waterfall change it every month.
- Confusing overcollateralization with the cash reserve account, which is a separate and usually much smaller layer of protection.

Who owns the extra collateral?
Legally it sits in the issuing vehicle, but its economic benefit belongs to the junior investors or the originator, who receive whatever is left after the notes are repaid.
Why not simply insure the notes instead?
Insurance introduces a dependence on the insurer's own credit, whereas a collateral cushion is protection you can see and measure directly.
Is overcollateralization the same as a haircut?
They describe the same relationship from opposite sides: the haircut is the discount applied to collateral value, and the cushion is the surplus that discount creates.
