QT

QT stands for quantitative tightening, the reverse of quantitative easing. The central bank shrinks its balance sheet by letting bonds it owns mature without replacing them, or by selling them outright, which drains cash from the financial system and tends to push longer-term borrowing costs up.

What it means

QT is what happens when a long period of bond buying has to be undone. The most common method is passive runoff: when a bond the central bank holds matures, the principal is repaid and simply not reinvested, so the holding shrinks month by month.

Outright sales are possible but less common, because pushing large volumes into the market can move prices sharply. The effect on the wider economy runs through the supply of safe assets and the level of bank reserves.

With the central bank no longer absorbing government issuance, private buyers must take on more of it and generally demand higher yields to do so. Bank reserves fall at the same time, which tightens funding conditions across the system.

For companies the practical consequence is the cost and availability of credit. Higher government yields raise the base from which corporate loan and bond pricing is built, so refinancing becomes more expensive, and lenders tend to grow more selective as system liquidity drains away.

Valuation multiples on equities and property often compress during the same period. Pace and predictability matter more than the headline number.

Central banks usually publish a monthly cap on how much is allowed to run off, precisely so markets can plan, and they slow or pause when funding markets show stress. QT is deliberately designed to run quietly in the background while the policy interest rate does the visible work.

A common misreading is treating QT as an emergency measure. It is normally a normalisation exercise, and it can even run alongside interest rate cuts if the central bank wants a smaller balance sheet while easing the price of short-term money.

The real constraint is the lowest level of reserves the banking system can operate on comfortably, which is not known precisely until it is approached.

A commercial real estate owner with a loan maturing during a tightening cycle finds lenders quoting both a higher base rate and a wider margin. The refinancing completes at 2.1 percentage points above the old loan, and the owner sells one smaller asset to reduce the amount that needs refinancing.

A corporate treasurer watching a published runoff schedule brings a planned bond issue forward by five months. The issue prices roughly 35 basis points inside where comparable issuers price the following year, saving several million dollars over the term.

A growth-stage software company that had assumed a further funding round at prior valuations sees investor appetite thin as system liquidity drains. It cuts its hiring plan by 30% and extends its cash runway to 30 months rather than raise at a materially lower valuation.

Calculation

Balance sheet after QT = starting balance sheet - (monthly runoff cap x number of months). Extra interest cost for a borrower = principal x rise in yield. A central bank starts with a balance sheet of $8.5 trillion and sets a runoff cap of $95 billion a month. Over 18 months the reduction is $95 billion x 18 = $1,710 billion, which is $1.71 trillion. The balance sheet ends at $8.5 trillion - $1.71 trillion = $6.79 trillion, a reduction of $1.71 trillion / $8.5 trillion = 20% of its starting size. Now trace the cost to a borrower. If the withdrawal of central bank demand contributes to a rise of 0.5 percentage points in the 10-year government yield, a company refinancing $200 million of debt at a fixed spread over that yield pays an extra 0.005 x $200,000,000 = $1,000,000 a year in interest.

Seen in the real world.

This is a fictional, illustrative example. Calderwood Storage Trust, an invented owner of industrial warehouses, had built its model on refinancing roughly a fifth of its debt each year, an approach that had worked comfortably through a long period of central bank asset purchases. When the central bank announced a monthly runoff cap and a clear schedule, the finance team modelled the effect on their own maturities rather than treating it as macroeconomic background noise.

Their analysis suggested that if ten-year yields rose by a full percentage point over two years, the trust's interest bill on maturing debt would increase by about $6.4 million a year, enough to breach a covenant on interest cover. Calderwood responded by extending maturities early, selling two non-core sites, and reducing the refinancing wall from a fifth of debt a year to about a tenth.

In this illustrative scenario the trust paid a modest premium to refinance early and avoided a covenant breach that would have forced asset sales at the worst possible time. The fictional lesson is that a published QT schedule is one of the few macro signals that comes with a timetable attached, which makes it unusually easy to plan around.

Watch out

Common mistakes.

  • Treating QT as a sign the central bank thinks the economy is overheating, when it is usually a slow normalisation of a balance sheet swollen by earlier purchases.
  • Assuming the policy interest rate tells the whole story about how tight conditions are, and ignoring the drain on liquidity happening in the background.
  • Expecting the balance sheet to return to its pre-easing size, when banking systems now need far larger reserve balances than they did before.

Raising rates changes the price of short-term money directly, while QT reduces the quantity of reserves and lets long-term yields adjust to a larger private supply of bonds.

Does QT always push yields up?

Not always, since growth expectations, inflation and safe-haven demand also drive yields, but removing a large buyer does put upward pressure on them, all else equal.

Can QT and interest rate cuts happen together?

Yes, a central bank can ease the price of short-term money while continuing to shrink its balance sheet, because the two tools address different parts of the system.
