Quantitative Tightening

Quantitative tightening, or QT, is the reverse of quantitative easing: a central bank shrinks the pile of bonds it owns, which drains money out of the financial system. It usually happens by letting maturing bonds roll off without reinvesting the proceeds, rather than by selling in bulk.

The practical effect on businesses is that borrowing gets dearer and lenders get choosier.

What it means

After years of bond buying, a central bank ends up holding an enormous portfolio and the banking system holds an enormous pile of reserves. QT is the process of unwinding that, either passively by letting bonds mature and disappear from the balance sheet, or actively by selling them into the market.

Passive runoff is the usual choice because it is slower, more predictable and less likely to jolt bond prices. The mechanism matters for anyone who borrows.

As the central bank stops reinvesting, private investors have to absorb more government debt themselves, and they will only do so at higher yields. Those higher yields ripple into mortgage rates, corporate bond pricing and the benchmark rates behind business loans.

QT is normally run with a monthly cap, meaning the central bank allows only up to a stated amount of bonds to roll off each month and reinvests anything above the cap. This gives the market a clear, dull, predictable schedule, which is exactly the point.

Central bankers often describe QT as something they would like to run in the background while the policy rate does the real work. The risk is that nobody knows precisely how many reserves the banking system needs to function smoothly.

Drain too few and the policy achieves little; drain too many and short-term funding markets can seize up with little warning. That uncertainty is why QT usually stops well before the balance sheet returns to its pre-easing size.

For a finance team, QT is best treated as a slow tightening of credit conditions rather than a single event. Refinancing windows narrow, covenants get negotiated harder, and the cost of a revolving facility drifts up.

Companies with near-term maturities feel it first.

Example

A commercial property investor with a $25 million loan maturing in eighteen months watches QT push benchmark yields up by 0.8 percentage points. The refinancing now costs roughly $200,000 more a year, which is enough to push one of the buildings from cash-flow positive to breakeven.

A software company that had planned a debt-funded acquisition finds that lenders are quoting tighter covenants and shorter terms than they were a year earlier. Rather than accept the terms, it funds a smaller deal from cash and delays the rest.

A treasury team at a food distributor uses the published QT schedule to plan its own bond issue, going to market early in the year before the cumulative drain on liquidity makes investors more demanding on pricing.

Formula

Calculation

Balance sheet reduction = monthly runoff cap x number of months. Assume a central bank sets a combined runoff cap of $95 billion a month, made up of $60 billion of government bonds and $35 billion of mortgage-backed securities, and runs it for twelve months. Total reduction = $95 billion x 12 = $1,140 billion, or $1.14 trillion. If the balance sheet began at $8.4 trillion, it ends the year at $8.4 trillion - $1.14 trillion = $7.26 trillion. That is a reduction of $1,140 billion / $8,400 billion = 13.6% in one year.

Case study

Seen in the real world.

Harbourline Logistics is a fictional, illustrative freight business carrying $60 million of floating-rate debt against $18 million of annual operating profit. During the easing years it grew comfortably, adding depots on the assumption that credit would stay cheap and available.

When the central bank began QT alongside rate rises, Harbourline's interest cost climbed and, more painfully, its lender reduced the size of the revolving facility at renewal because its own funding had become more expensive. The finance director had to fund a peak-season working capital swing from a smaller facility than the year before.

In this illustrative case the company responded by selling two depots to a property investor and leasing them back, which repaid $22 million of debt. The lesson is that QT squeezes the availability of credit as well as its price, and availability is often the part that bites first.

Watch out

Common mistakes.

  • Thinking QT means the central bank is dumping bonds on the market. In most cases it simply stops reinvesting bonds as they mature, so the portfolio shrinks quietly rather than through sales.
  • Assuming QT and rate rises are the same tool. Rate policy targets short-term borrowing costs directly, while QT works through the supply of bonds and the level of bank reserves, and the two can move at different speeds.
  • Expecting the balance sheet to return to where it started. Central banks generally stop QT once reserves reach a level the banking system needs, which is far above pre-easing levels.
