Reserve Ratio

The reserve ratio is the proportion of customer deposits that a bank holds back as cash or with the central bank instead of lending out. If the ratio is 10%, a bank with $500,000,000 of deposits must keep $50,000,000 available and can lend the rest.

The rule exists so banks can meet everyday withdrawals and so central banks have a lever over how much credit flows through the economy.

What it means

Banks make money by taking short term deposits and lending them out for longer, which works only because depositors rarely all want their money on the same day. The reserve ratio puts a floor under that arrangement by fixing the minimum share of deposits that cannot be lent.

The ratio matters to anyone outside banking because it shapes the availability and price of credit. Raising the required ratio takes lending capacity out of the system and tends to push borrowing costs up; lowering it does the opposite, which is why it has long been a tool of monetary policy alongside interest rates.

Reserves held above the legal minimum are called excess reserves, and they are the portion a bank can genuinely deploy. A bank looks at its actual reserve ratio, compares it with the requirement, and lends or invests the difference.

The lending effect compounds across the banking system through what economists call the money multiplier, since money lent by one bank is deposited in another and partly lent again. In theory the multiplier is one divided by the reserve ratio, though in practice the figure is much smaller because borrowers hold cash and banks keep their own buffers.

The term also appears in two other settings that are worth separating. Insurers speak of a reserve ratio when comparing claims reserves against premiums written, and deposit insurance funds use it to describe the fund balance against the deposits it guarantees, so always check which meaning is in play.

One important nuance is that several major central banks, including the US Federal Reserve since 2020, have set required reserve ratios at zero and rely instead on liquidity rules and interest paid on reserves. The concept remains central to how banking is taught and to how many countries still run policy, but it is no longer the main constraint everywhere.

Example

A central bank facing rapid credit growth raises the required reserve ratio from 8% to 11%. Commercial banks must park an extra three cents of every deposited dollar, and mortgage approvals slow noticeably over the following two quarters.

A treasury team at a mid sized bank runs a daily reserve position report showing actual versus required reserves. On a day when a corporate client withdraws $40,000,000, the team borrows overnight from another bank to stay above the minimum.

A finance manager at a manufacturer reads that the reserve ratio in an export market has been cut sharply. She takes it as a signal that local credit will loosen and brings forward a decision to offer extended payment terms to distributors there.

Reserve ratio = reserves held / total customer deposits, and required reserves = deposits x the required reserve ratio A commercial bank holds $500,000,000 of customer deposits and keeps $62,000,000 in cash and central bank balances. Its actual reserve ratio is $62,000,000 / $500,000,000 = 12.4%. If the required reserve ratio is 10%, required reserves are $500,000,000 x 0.10 = $50,000,000. Excess reserves are therefore $62,000,000 - $50,000,000 = $12,000,000, which the bank is free to lend. The theoretical money multiplier is 1 / 0.10 = 10, so that $12,000,000 of excess reserves could support up to $12,000,000 x 10 = $120,000,000 of new deposits across the banking system once the money has been lent, spent and redeposited several times over.

Case study

Seen in the real world.

This scenario is illustrative and the institution is fictional. Marlow Community Bank, an invented regional lender, held $800,000,000 of deposits and had grown comfortable running an actual reserve ratio of 10.5% against a 10% requirement.

In this fictional example a single agricultural cooperative withdrew $30,000,000 at short notice to settle a land purchase. Reserves fell to about $54,000,000 against a requirement of $77,000,000 on the reduced deposit base, and Marlow had to borrow at penalty rates in the interbank market for eleven days.

The imagined board response was to set an internal floor of 12% rather than the legal 10%, and to map which depositors were large enough to move the position on their own. The cost was a slightly smaller loan book; the benefit was never having to fund a shortfall at short notice again.

Watch out

Common mistakes.

  • Assuming reserves are physical banknotes in a vault, when most of the balance is an electronic deposit held at the central bank.
  • Treating the theoretical money multiplier as a reliable prediction, when actual credit creation is limited by loan demand, capital rules and bank appetite for risk.
  • Confusing the reserve ratio with a capital ratio, since one is about liquid funds against deposits and the other is about shareholder funds against risky assets.

Is a higher reserve ratio always safer?

It reduces the risk of a bank running short of cash, but held too high it also shrinks lending and profitability, so regulators aim for a balance rather than a maximum.

Why do some countries now set the requirement at zero?

They have shifted to liquidity coverage rules and to paying interest on reserves, which influence bank behaviour more precisely than a blunt minimum ratio.

Does the reserve ratio apply to every type of deposit?

Usually not, since requirements are typically set on transaction accounts and may be lower or zero on longer term savings, which is one reason banks encourage fixed term deposits.
