Standard Costing

Standard costing sets an expected cost for materials, labour and overhead before production starts, then compares that expectation against what actually happened. The differences are called variances, and they tell managers where costs went off plan and by how much.

It gives businesses a fast way to value stock and to spot problems without waiting for a full analysis of every transaction.

What it means

A standard cost is built from two estimates for each input: how much should be used per unit, and what each unit of input should cost. Multiply them together and you get a standard cost card for the product, which acts as the yardstick for everything that follows.

The immediate practical benefit is speed. Valuing thousands of units at a standard cost is far quicker than tracing actual costs to each batch, so management accounts can be produced days earlier than they otherwise could, with variances explaining the gap to reality.

The analytical benefit is that variances separate price effects from usage effects. Knowing whether a $23,000 overspend came from paying more per kilogram or from wasting kilograms points at completely different people and completely different fixes.

Setting the standard is the part that decides whether the system helps or misleads. An ideal standard that assumes perfect conditions produces permanent adverse variances that everyone learns to ignore, while an attainable standard, set at what a competent team should achieve, keeps the numbers meaningful.

The method has real critics. In businesses with short product lives, frequent design changes or highly automated production, standards go stale quickly and can push managers towards long production runs that build unwanted stock, which is why some firms have moved to actual costing or lean accounting instead.

A bakery sets a standard of 250 g of flour per loaf. A month of adverse usage variances traces back to a miscalibrated dough divider that had been overfilling every tin by roughly 4%.

An electronics assembler reports a favourable materials price variance and a large adverse labour efficiency variance in the same month. The purchasing team had switched to a cheaper connector that took assembly staff twice as long to fit.

When a supplier raises resin prices by 18% in June, the finance team keeps the standard unchanged and reports the effect as a price variance, so the underlying usage performance stays comparable across the year.

Materials price variance = (standard price - actual price) x actual quantity purchased. Materials usage variance = (standard quantity for actual output - actual quantity used) x standard price A furniture maker sets a standard of 2 kg of hardwood per chair at $4.00 per kg. In March it produces 24,000 chairs, buys and uses 50,000 kg, and pays $4.30 per kg. Price variance = ($4.00 - $4.30) x 50,000 = -$0.30 x 50,000 = $15,000 adverse. Usage variance uses a standard quantity of 24,000 x 2 = 48,000 kg, so the variance is (48,000 - 50,000) x $4.00 = -2,000 x $4.00 = $8,000 adverse. Checking the total: standard cost of actual output = 48,000 x $4.00 = $192,000, actual spend = 50,000 x $4.30 = $215,000, and the difference of $215,000 - $192,000 = $23,000 adverse matches $15,000 + $8,000 exactly.

Seen in the real world.

The following is an illustrative and entirely fictional example. Kelbrook Castings, an invented metal components maker, had run standard costing for years but had not revised its standards since a major equipment upgrade. Every month the production manager received a report showing large favourable labour variances and treated it as proof the team was performing well.

The fictional new controller rebuilt the standard cost cards using current machine cycle times. The favourable variances vanished overnight, because the standards had been set for older, slower machines, and the plant was in fact running roughly 6% behind what the new equipment should deliver. Nobody had been performing badly; the yardstick had simply stopped measuring anything useful.

Kelbrook set a policy of reviewing standards every six months and after any significant equipment or process change. In the following year the illustrative variance report finally started prompting investigations, and three genuine issues surfaced within two quarters, including a die that needed replacing.

Watch out

Common mistakes.

  • Leaving standards unrevised for years, so variances measure the age of the assumptions rather than current performance.
  • Using variances to blame individuals rather than to investigate causes, which quickly teaches managers to explain numbers away instead of surfacing problems.
  • Reading a favourable variance as automatically good news, when cheaper materials, lower grade labour or skipped maintenance often create a favourable figure in one place and a worse one somewhere else.
