What it means
The discipline covers three related techniques. Sensitivity analysis flexes one variable at a time, scenario analysis moves several together in a coherent story, and reverse stress testing starts from failure and works backwards to find what would have to happen to cause it.
Most organisations need all three, because each answers a different question. The reason it belongs in the finance calendar rather than in a one-off project is that businesses drift.
Customer concentration creeps up, a supplier becomes irreplaceable, and a covenant that had generous headroom two years ago is suddenly close, so the same scenario produces a very different answer this year. A good programme names the specific variables that actually drive the business: perhaps volume, average selling price, a key input cost, days sales outstanding and the interest rate on floating debt.
Testing twenty variables produces a report nobody reads, whereas testing the five that matter produces an argument the board can act on. The output should always be tied to a decision threshold.
Saying that cash runs out in month nine under the severe case is only useful if it is paired with a trigger, such as drawing the revolving credit facility once forecast cash falls below a set level. Reverse stress testing is the most uncomfortable and often the most valuable part.
Asking what combination of events would actually make the company fail regularly surfaces a dependency, such as a single warehouse or one funding line, that no ordinary scenario had captured.

A manufacturer runs quarterly stress tests on input costs and finds that a 25% rise in aluminium would erase its operating profit within two quarters. It responds by fixing 60% of the following year's volume on forward contracts.

A common corporate stress test measures the cash runway: runway in months = available cash / monthly net cash outflow under stress.
A software business bills $5.0m a month and spends $4.6m a month in cash costs, so it generates $0.4m of net inflow and holds $8.0m of cash. The severe scenario assumes new sales stall and churn rises, cutting monthly revenue by 30% to $5.0m x 0.70 = $3.5m, while management assumes it can cut cash costs by only 10% in the first year, to $4.6m x 0.90 = $4.14m.
The monthly burn becomes $4.14m - $3.5m = $0.64m, so the runway is $8.0m / $0.64m = 12.5 months. Because the board wants a minimum of eighteen months of runway in a severe case, the test triggers an action: either arrange a $4m facility or find a further $0.20m a month of cost reductions, which would cut the burn to $0.44m and stretch the runway to roughly 18.2 months.Case study

The following is an illustrative and clearly fictional example. Bramblewood Logistics, an invented regional haulier with $70m of revenue, treated stress testing as an annual slide in the budget pack showing what a 10% revenue fall would do. The fictional finance director admitted the number had been unchanged for four years and had never led to a decision.
A new chair asked for three scenarios instead: the loss of the largest customer at 28% of revenue, a fuel price rise of 50%, and both together. The combined case showed the interest cover covenant breaking within five months, and reverse stress testing revealed that eleven of the fourteen largest contracts renewed within the same eight-week window each year.
Bramblewood's illustrative response was to stagger the renewal dates over eighteen months and negotiate a covenant holiday in exchange for a modest margin increase. Nothing in the scenarios happened that year, but the invented company entered the next downturn with its single biggest concentration risk already dismantled.

- Running stress tests once and filing the results, rather than repeating them as the business mix and covenant headroom change.
- Flexing every line in the model by an arbitrary 10%, which produces a tidy report that reveals nothing about the real drivers.
- Presenting stressed results without a matching trigger and action, so the board hears bad news but has nothing to decide.
