What it means
A conventional bond pays a fixed dollar coupon and repays a fixed dollar amount, which means inflation quietly erodes the value of both. TIPS solve that by adjusting the principal in line with the Consumer Price Index, so a burst of inflation raises the amount on which interest is calculated and the amount repaid at maturity.
The headline yield on TIPS looks low compared with ordinary Treasury bonds, and that is the point. The stated coupon is a real return, meaning a return above inflation, whereas an ordinary bond quotes a nominal return that has to cover inflation out of the same figure.
For a business, TIPS are most relevant when a future obligation itself grows with inflation. Pension schemes, insurers and endowments hold them because their liabilities rise with prices, and matching an inflation linked asset to an inflation linked liability removes a genuine risk.
The gap between the yield on an ordinary Treasury bond and a TIPS of the same maturity is called the break even inflation rate. If that gap is 2.4%, the market is implying average inflation of about 2.4% a year, and TIPS beat conventional bonds only if actual inflation comes in higher.
Two features often catch people out. The principal can fall in a period of deflation, although the US Treasury guarantees repayment of at least the original face value at maturity, and the inflation uplift is taxable in the year it accrues even though the cash is not received until maturity.

Example
A university endowment moves 15% of its bond allocation into TIPS after modelling shows its building maintenance costs rise roughly in line with published inflation. The switch lowers its headline yield but stabilises what the portfolio can actually pay for.

A retired couple holds TIPS in a tax sheltered account precisely because the annual inflation uplift is taxed as income even before it is received. Sheltering the holding removes the awkward mismatch between the tax bill and the cash.

An investor buys $10,000 of TIPS with a fixed coupon of 1.5%. Inflation over the first year runs at 3%, so the principal is adjusted to $10,000 x 1.03 = $10,300, and the coupon for that year is $10,300 x 1.5% = $154.50 rather than the $150.00 a conventional bond would pay.
Inflation in the second year is 2%, lifting the principal to $10,300 x 1.02 = $10,506 and the coupon to $10,506 x 1.5% = $157.59. If the bond matured at that point the investor would receive $10,506 of principal plus the final coupon, so the purchasing power of the original $10,000 has been preserved.Case study
Seen in the real world.
This illustrative example features Redgate Mutual, a fictional small insurer that had promised index linked payouts on a block of annuity policies. Its investment portfolio held only conventional bonds, so a year of 6% inflation raised its obligations sharply while its bond income stayed flat in dollar terms.
The invented actuarial team calculated that a further two years at that rate would consume most of the insurer's surplus. Redgate restructured, moving roughly $85,000,000 of its $200,000,000 bond portfolio into TIPS with maturities chosen to line up with the years its payouts fell due.
The change reduced Redgate's expected income if inflation stayed low, which the fictional board accepted as the cost of removing a risk that could have ended the company. The illustrative point is that TIPS are best understood as a matching tool, not as a bet on prices rising.
Watch out
Common mistakes.
- Comparing the TIPS coupon directly with a conventional bond yield and concluding TIPS are poor value, when one is a real rate and the other a nominal rate.
- Forgetting that the annual inflation adjustment is taxable income in the year it accrues, which can create a tax bill with no matching cash.
- Assuming TIPS cannot lose money, when their market price still falls if real interest rates rise.
