Treasury Note

A treasury note is a government debt security with a medium term maturity, generally between two and ten years, paying a fixed rate of interest every six months and repaying its face value at the end. It sits between the very short treasury bill and the very long treasury bond in both maturity and price sensitivity.

The ten year note in particular is watched closely because its yield is used as a benchmark for mortgages, corporate borrowing and valuation models.

What it means

The structure is the same as any conventional bond: a fixed coupon rate set at auction, two payments a year, and the face value returned at maturity. What distinguishes a note is its middle of the road maturity, which gives investors a real income stream without committing money for thirty years.

The ten year note yield has become the reference rate for a large part of the financial system. Corporate bond pricing is often quoted as a spread over it, valuation models use it as the risk free base, and mortgage rates broadly follow it, which is why a move in that single number ripples through unrelated markets.

For companies, treasury notes are relevant in two ways. Treasurers hold them for cash that is genuinely not needed for several years, and finance teams watch the yield curve, the pattern of yields across maturities, for signals about the cost of the company's own future borrowing.

Yield to maturity is the measure that matters when buying, because it combines the coupon income with any gain or loss between the purchase price and the face value repaid at the end. A note bought below face value has a yield to maturity above its coupon rate, and one bought above face value has a yield below it.

The nuance worth understanding is interest rate sensitivity. A five year note will move roughly a fifth as much as a thirty year bond for the same change in yields, which makes notes a middle position for investors who want more income than a bill but less price risk than a long bond.

Example

A manufacturer sets aside $25,000,000 for a factory expansion planned in four years. It buys four year treasury notes so the money earns a fixed return and matures precisely when the construction contract requires the first large payment.

A commercial mortgage broker quotes borrowers a rate of the ten year treasury note yield plus 2.1%. When the note yield rises by half a percentage point in a month, every deal in the pipeline reprices and two borrowers withdraw.

An analyst valuing a technology company uses the ten year note yield as the risk free rate in its cost of equity. A rise from 3.5% to 4.5% cuts the discounted value of the company's long dated cash flows by more than 15%, even with unchanged operating forecasts.

Approximate yield to maturity = [annual coupon + (face value - price) / years to maturity] / [(face value + price) / 2] An investor buys a five year treasury note with a face value of $1,000 and a 3% coupon, paying $960 because market rates have risen since issue. The annual coupon is $1,000 x 3% = $30, and the gain to maturity is $1,000 - $960 = $40, spread over five years at $40 / 5 = $8 a year. The numerator is $30 + $8 = $38 and the average of face value and price is ($1,000 + $960) / 2 = $980. The approximate yield to maturity is $38 / $980 = 3.88%, noticeably better than the current yield of $30 / $960 = 3.125%, because the current yield ignores the $40 gain the holder collects at maturity.

Seen in the real world.

This is an illustrative and clearly fictional example. Ashfield Regional Bank, an invented mid sized lender, gathered a large volume of customer deposits during a period of low rates and put much of the surplus into five and seven year treasury notes, classifying them as held to maturity.

When rates rose sharply, the market value of that portfolio fell well below its book value. No credit risk had materialised and every coupon arrived on time, but the fictional bank was left with an unrealised loss that would have crystallised the moment it needed to sell notes to meet deposit withdrawals.

The board's response was to shorten the average maturity of new purchases towards two year notes, to hold a larger buffer in treasury bills for genuine liquidity, and to report the market value of the whole portfolio at every meeting rather than only the book value. The lesson the fictional directors drew was that classifying an asset as held to maturity does not remove interest rate risk, it only hides it from the income statement.

Common mistakes.

  • Quoting the current yield as though it were the total return, which overstates the return on a note bought above face value and understates it on one bought below.
  • Treating a treasury note as a cash equivalent in the cash flow forecast, when anything maturing beyond three months is an investment and may have to be sold at a loss.
  • Assuming the ten year note yield only matters to bond investors, when it feeds directly into valuations, mortgage rates and corporate borrowing costs.
