What it means
When you look at a company, its overall stock market risk is a mix of two things: the inherent risk of its underlying business operations, and the extra risk added by taking on debt. Unlevered beta strips away the debt factor to reveal just the business risk.
Think of it as looking at a company in its purest form. Why does this matter?
Different companies finance themselves in different ways. One might have zero debt, while another might fund half its operations with loans.
If you want to compare their business risks or value a new project, you cannot do a fair comparison using standard beta. Unlevered beta puts everyone on a level playing field.
In practice, financial managers use unlevered beta when evaluating new investments or acquisitions. If you operate in a specific industry, you typically find the average unlevered beta of several similar competitor firms.
This gives you a baseline business risk measurement. Once you have this baseline, you add back your own company's specific debt structure to calculate a tailored risk rate.
This tailored rate helps you figure out the minimum return your projects need to generate to satisfy your investors and lenders.

TechCo wants to value a software startup. Because the startup has no debt, TechCo uses an unlevered beta of 1.2 to measure pure market risk.

Example: If a company has a levered beta of 1.3, a tax rate of 25%, and a debt-to-equity ratio of 0.5, the calculation is:
1.3 / [1 + (1 - 0.25) * 0.5]
= 1.3 / [1 + (0.75 * 0.5)]
= 1.3 / [1 + 0.375]
= 1.3 / 1.375

Seen in the real world.
Oakwood Manufacturing, a mid-sized furniture maker, wanted to acquire a smaller rival called PineCraft. Oakwood had significant bank borrowings, while PineCraft was funded entirely by equity, making their raw stock risk numbers hard to compare directly.
Oakwood's finance director decided to use unlevered beta to create a fair comparison. She took PineCraft's levered beta of 1.10 and adjusted it. Since PineCraft had zero debt, its levered and unlevered betas were identical at 1.10. Next, she examined a peer group of three other furniture companies with varying debt levels. By stripping away their debt using each firm's specific tax rate and debt-to-equity ratio, she calculated an industry average unlevered beta of 0.95.
This 0.95 figure represented the pure operational risk of making furniture, free from financial financing distortions. Oakwood then took this 0.95 industry baseline and applied its own corporate debt structure to it. This final number gave Oakwood the correct discount rate to evaluate the acquisition accurately, ensuring they did not overpay due to financing differences.
