What it means
Beta measures how much a share tends to move when the whole market moves, so a beta of 1.5 implies the share historically moved about one and a half times as much as the index. Raw beta is estimated by regressing the share's returns against the market's over a period such as two to five years, which means it carries all the noise of that particular window.
A single takeover rumour or a commodity spike can leave a lasting mark on the number. Empirical work has long shown that companies with very high or very low betas tend to have betas closer to 1.0 in later periods, partly because businesses diversify and mature.
The Blume adjustment captures that tendency with a simple weighting, giving two thirds to the measured beta and one third to the market average of 1.0. Most commercial data providers publish an adjusted figure alongside the raw one for exactly this reason.
The number matters because it flows straight into the cost of equity, which is the return shareholders require, and from there into the weighted average cost of capital used to discount future cash flows. A change of 0.2 in beta can move a valuation by millions of dollars on a large business, so the choice between raw and adjusted is not a technicality.
In practice, analysts use the adjusted figure when valuing a company for a long term decision such as an acquisition, because the discount rate should reflect expected future risk rather than a backward looking measurement. Raw beta remains useful for shorter horizon work, such as understanding how a portfolio behaved during a specific market episode.
The adjustment is a rule of thumb rather than a law of nature, and it can mislead for a business whose high beta is structural rather than temporary. A company with heavy operating leverage or a single cyclical end market may genuinely deserve a beta above 1.5, and mechanically pulling it towards 1.0 understates its risk.
A related refinement is fundamental beta, which builds the estimate from characteristics such as industry, size and debt levels rather than from share price history alone. That approach is more work, but it is the sensible route for a business whose historical data is short, thin or dominated by one unusual year.

With a risk free rate of 4% and an equity risk premium of 5%, the raw beta implies a cost of equity of 4% + (1.60 x 5%) = 12.0%, while the adjusted beta implies 4% + (1.40 x 5%) = 11.0%. This is an illustrative and entirely fictional case. Brightfen Industrials, an invented listed engineering group, was preparing a bid for a smaller rival whose shares had swung violently during a two year commodity cycle. The target's raw beta came out at 1.95, which pushed the cost of equity to 13.75% and made the acquisition look barely worth doing at the asking price.
Brightfen's valuation team applied the standard adjustment, producing a beta of 1.63 and a cost of equity of 12.15%, and separately built a fundamental estimate from the betas of four comparable businesses, which landed at 1.55. Seeing two independent approaches agree gave the board enough comfort to value the target on a beta of about 1.6.
In this fictional account the resulting valuation was roughly $18,000,000 higher than the raw beta version, and Brightfen raised its offer accordingly and won the deal. The finance director's standing instruction afterwards was that no single beta estimate should ever decide a transaction on its own.

- Quoting a raw beta from a data provider without checking the measurement window, since a beta from a period containing one extraordinary event can be badly unrepresentative.
