DuPont Analysis

DuPont analysis decomposes return on equity into three multiplicative components, net profit margin, asset turnover and financial leverage (the equity multiplier), so that a single summary ratio can be traced to whether it is being driven by profitability, efficiency in using assets, or the use of debt to amplify equity returns. Developed at the DuPont corporation in the early twentieth century as a management tool for evaluating divisional performance, it remains one of the most widely used frameworks for diagnosing what is really driving a company's return on equity and for comparing two companies that report the same ROE for very different reasons.

What it means

Return on equity alone is a single number that can be achieved through very different operating and financial characteristics, which is exactly why it can mislead when read on its own. Two companies can report the same 20% ROE, one because it earns a high margin on modest sales, another because it turns over its assets rapidly on thin margins, and a third because it uses heavy borrowing to amplify a mediocre operating return.

DuPont analysis breaks the single figure into its drivers so the difference is visible. The basic decomposition uses three ratios.

Net profit margin, net income divided by revenue, measures profitability on each dollar of sales. Asset turnover, revenue divided by total assets, measures how efficiently the company uses its asset base to generate sales.

The equity multiplier, total assets divided by total equity, measures how much of the asset base is funded by debt rather than equity. Multiplying the three together returns to return on equity, and each factor can be examined and compared on its own.

The three drivers describe recognisably different business models. A luxury goods retailer typically shows a high margin and low asset turnover, since it sells relatively few, high-margin items from expensive locations.

A discount grocer shows the opposite, a thin margin made up for by very rapid turnover of a large asset base. A bank or other financial institution typically shows a very high equity multiplier, since its business is built on holding a large volume of assets funded mostly by deposits and other liabilities rather than equity.

Recognising which driver dominates a company's ROE matters for risk as much as for description: a company boosting ROE mainly through leverage is riskier than one boosting it through margin or efficiency, because leverage amplifies losses in a downturn exactly as it amplifies gains in good years. An extended, five-step version of the model splits net profit margin further into a tax burden (net income divided by pretax income), an interest burden (pretax income divided by EBIT) and an operating margin (EBIT divided by revenue).

This finer decomposition separates the effects of the tax rate, the cost of financing and core operating profitability, and lets an analyst see, for example, whether an improvement in ROE came from a lower tax rate, cheaper refinancing, or a genuine improvement in operations. DuPont analysis is most useful applied over time within a single company, to see which driver is moving and why, and across peers, to see which driver differs and whether that difference is a strength or a risk.

It relies on accounting figures, book equity and historical-cost assets among them, so it can be distorted by share buybacks that shrink the equity base and mechanically raise both ROE and the equity multiplier, by asset impairments, and by financing kept off the balance sheet. It works best as one tool among several, not as a stand-alone verdict on a company's quality.

Comparing a supermarket chain's ROE of 18%, built from a thin 2% margin and rapid 6.0 times asset turnover, with a luxury retailer's ROE of 18%, built from a 15% margin and turnover of only 1.2 times, shows two very different business models arriving at the same headline return.

Seen in the real world.

A consumer electronics retailer reported return on equity rising from 16% to 24% over three years, and its board initially credited an operational efficiency programme for the improvement. In year one, the retailer had revenue of $200,000,000, net income of $8,000,000 (a 4.0% margin), total assets of $100,000,000 (asset turnover of 2.0 times) and total equity of $50,000,000 (an equity multiplier of 2.0 times): ROE = 4.0% x 2.0 x 2.0 = 16.0%.

By year three, revenue had grown to $230,000,000 and net income to $9,200,000, a margin of exactly 4.0%, unchanged. Total assets had grown to $115,000,000, an asset turnover of 2.0 times, also unchanged.

But total equity had fallen to about $38,300,000, despite three years of retained profit, because the company had funded a series of share buybacks with new borrowing: the equity multiplier had risen to about 3.0 times. Return on equity = 4.0% x 2.0 x 3.0 = 24.0%, matching the reported figure.

A DuPont breakdown presented to the board showed that neither the profit margin nor the asset turnover had moved at all across the three years; the entire eight-point improvement in ROE had come from the equity multiplier rising from 2.0 to 3.0, funded by debt raised specifically to buy back shares rather than to expand operations. The chief financial officer's paper to the board noted that the company's debt, implied by total assets minus equity, had risen from about $50,000,000 to about $76,700,000 over the period, and that interest coverage had fallen accordingly. The board's efficiency programme had kept margin and turnover steady in a competitive market, a real achievement, but it had contributed nothing to the ROE improvement the board had been celebrating, and the true driver, financial leverage, left the company measurably more exposed to a downturn than it had been three years earlier.

Common mistakes.

  • Treating a rising return on equity as automatically good news without checking which DuPont component drove it; leverage-driven improvement raises risk without improving the underlying business.
  • Comparing return on equity across industries without adjusting for structurally different components, such as comparing a bank's ROE, built on very high leverage, directly with an industrial company's, built on much lower leverage.
  • Using book equity without adjusting for share buybacks or one-off write-downs, which can mechanically shrink the equity base and inflate both ROE and the equity multiplier without any change in operating performance.

What is a good equity multiplier?

There is no single good level; it depends on the industry and how much financial risk is appropriate. Industrial companies often run multipliers of 1.5 to 3; banks and other financial institutions, whose business is built on leverage, often run multipliers of 8 to 15 or more, which is normal for that industry but means their ROE is far more sensitive to losses.

What is the difference between basic and extended DuPont analysis?

Basic DuPont splits ROE into three factors: net profit margin, asset turnover and the equity multiplier. Extended, or five-step, DuPont further splits net profit margin into a tax burden, an interest burden and an operating margin, isolating the effects of tax rate, financing cost and core operating profitability separately.

Can DuPont analysis be applied to return on assets as well as return on equity?
