What it means
Manufacturers that turn out identical items in a continuous flow use process costing, which pools all the costs of a period and divides them across output. The awkward part is that at the end of any period some units are only partly finished, so dividing by completed units alone would overstate the cost of each finished item.
Equivalent units fix that by converting work in progress (partly finished goods) into a comparable count of whole units. This number drives the cost per unit that feeds into inventory values and cost of sales, so it shapes both the balance sheet and reported profit.
Get the completion percentage wrong and you quietly shift cost between the units you sold this month and the units still sitting on the factory floor. In practice, firms calculate equivalent units separately for materials and for conversion costs, which means labour plus factory overhead.
Materials are often added in full at the very start of a process, so a half built unit can be 100% complete for materials while being only 50% complete for conversion. Splitting the calculation this way produces a far more accurate cost per unit than a single blended figure.
Two methods dominate: the weighted average method, which blends last period's opening work in progress with this period's costs, and FIFO, which keeps the two separate. Weighted average is simpler and is the more common choice in practice, while FIFO gives a cleaner view of current period efficiency because it isolates this month's spending.
The completion percentage is an estimate made by production staff rather than a precise measurement, so it deserves a sanity check every period. Small changes in that estimate can move tens of thousands of dollars between inventory and cost of sales, which is exactly why auditors look at it closely.

A paint manufacturer ends the quarter with 6,000 litres still in the mixing stage, judged 25% complete for conversion. The cost accountant reports 1,500 equivalent units for that batch, which keeps the quarter's cost per litre from being inflated by unfinished work.

A brewery adds all its malt and hops at the start of fermentation but incurs labour and energy steadily throughout. Its closing tanks are therefore 100% complete for materials and 40% complete for conversion, producing two different equivalent unit counts in the same monthly report.

A soap maker finishes and transfers out 40,000 bars during March and ends the month with 10,000 bars that are 60% complete for conversion costs. Equivalent units for conversion = 40,000 + (10,000 x 0.60) = 40,000 + 6,000 = 46,000 units.
If total conversion costs for March were $920,000, the cost per equivalent unit is $920,000 / 46,000 = $20 per unit. That rate assigns 40,000 x $20 = $800,000 to the finished bars and 6,000 x $20 = $120,000 to closing work in progress, and $800,000 + $120,000 = $920,000, so every dollar of cost has been allocated.Case study
Seen in the real world.
The following is an illustrative, entirely fictional example. Northwind Soapworks, an invented mid sized manufacturer, ran a single continuous line producing 500,000 bars a month and had never questioned its costing. Its finance manager simply divided total factory costs by the number of bars shipped, which meant every unfinished bar in the vats was treated as costing nothing at all.
Gross margin bounced between 28% and 41% from month to month, and the sales director could not price confidently against competitors. When a new controller introduced equivalent unit calculations, splitting materials from conversion costs, the swing narrowed to between 34% and 36%, and the earlier volatility turned out to be nothing more than the size of closing work in progress.
With a stable cost per unit, Northwind's fictional management team was able to set a floor price for its private label contracts and walk away from a large tender that would have been sold below true cost.
