What it means
Every asset sitting on a balance sheet was paid for by somebody, and the financing mix simply describes who that was. Lenders supply one portion and shareholders supply the rest, and the split between those two sources is the mix.
The mix matters because the two sources behave very differently. Debt is usually the cheaper of the two, partly because interest is deductible against tax, but it carries fixed repayments that arrive whether trade is strong or weak.
Equity costs more but is forgiving, because shareholders can wait for their return. Managers normally express the mix as a percentage of total capital, then feed those weights into a weighted average cost of capital calculation.
That single number becomes the hurdle rate every new project has to beat. A mix that lowers the cost of capital raises the present value of every future cash flow the business will produce.
The sensible mix depends on how predictable the cash flows are. A utility with contracted revenue can carry far more borrowing than a fashion label whose sales swing with taste.
Asset backing matters too, since lenders advance money more freely against property and machinery than against brand value. One nuance is that the mix is never static, and most companies drift away from their target as profits accumulate or losses erode equity.
Boards rebalance periodically by issuing shares, repaying loans or buying back stock. There is also a practical ceiling set by loan covenants, which cap borrowing whatever the theory suggests.

A regional bakery chain wants to open eight new sites costing $5,000,000. The founders fund $2,000,000 from a bank facility secured on the ovens and fit-outs, and raise $3,000,000 from a minority investor, giving a 40% debt financing mix that keeps monthly repayments comfortably inside forecast cash flow.

A software company with almost no physical assets funds itself entirely from equity because lenders will not advance against subscription contracts alone. Its cost of capital looks high at 14%, but the founders accept that because a missed loan repayment would be far more damaging than a diluted share register.

Worked example: a components maker has $4,000,000 of interest-bearing debt and $6,000,000 of shareholders' equity, so total capital is $10,000,000. The debt weight is $4,000,000 / $10,000,000 = 40%, and the equity weight is $6,000,000 / $10,000,000 = 60%.
If the after-tax cost of debt is 6% and the cost of equity is 12%, the weighted average cost of capital is (0.40 x 6%) + (0.60 x 12%) = 2.4% + 7.2% = 9.6%.
Now suppose the board swaps $1,000,000 of equity for debt, giving $5,000,000 of each. The weights become 50% and 50%, so the cost of capital falls to (0.50 x 6%) + (0.50 x 12%) = 3% + 6% = 9%. That 0.6 percentage point saving is worth $60,000 a year on $10,000,000 of capital, which is the reward for accepting more repayment risk.Case study

Northvale Ceramics is an illustrative, fictional tableware manufacturer used here to show the idea in motion. It had grown for a decade on retained profits alone, ending up with $12,000,000 of equity, no debt and a cost of capital of 13%. The board was proud of the clean balance sheet, but the finance director pointed out that the company was rejecting kiln upgrades that would have earned 11%, purely because they failed the 13% hurdle.
After modelling several structures, the board borrowed $4,000,000 against the freehold factory at an after-tax cost of 5%. The mix became 25% debt and 75% equity, and the blended cost of capital dropped to (0.25 x 5%) + (0.75 x 13%) = 1.25% + 9.75% = 11%. Two of the previously rejected projects immediately cleared the new hurdle.
The finance director also set a ceiling of 35% debt in the treasury policy, because a slump in wholesale orders three years earlier had shown how quickly the cash flow could thin out. In this illustrative case the value came not from borrowing as much as possible, but from choosing a mix the business could still service in a bad year.

- Treating the financing mix as a purely financial question and ignoring how volatile the underlying trading cash flows are.
- Measuring the mix on the historical book value of equity when lenders and investors are looking at market value.
- Assuming that because debt is cheaper, more debt always makes shareholders better off, which ignores the rising risk premium investors demand as gearing climbs.
