What it means
Interest expense accrues with the passage of time rather than with any transaction, so it builds up daily on whatever balance is outstanding. It appears in the accounts for the period in which it accrues, even if the cash payment falls in a later month, which is why a business can report interest expense before it has paid anything.
This timing difference sits in accrued interest on the balance sheet. Its position on the income statement matters more than most people realise.
Operating profit is calculated before interest precisely so that readers can judge trading performance without the distraction of how the business is funded. Two identical operations, one funded by debt and one by equity, produce the same operating profit and very different net profit.
Interest expense is worked out from three inputs: the principal outstanding, the interest rate and the length of the period. Fixed-rate debt produces a predictable charge, while floating-rate debt moves with a reference rate, so a rise in base rates flows straight through to profit.
Companies with heavy floating exposure often buy interest rate swaps or caps to make the cost predictable. Several items that are not obviously loans still generate interest expense.
Finance leases carry an implicit interest charge, supplier financing and invoice discounting arrangements are usually interest in substance, and arrangement fees are often spread over the life of a facility and reported within interest under the effective interest method. The gap between the headline coupon and the effective rate can be significant.
The nuance worth remembering is tax. Interest is generally deductible against taxable profit, which lowers the effective cost of debt relative to dividends, though many countries now cap the deduction as a percentage of earnings.
That deductibility is a large part of why debt finance can be cheaper than equity, and why heavily indebted businesses pay less tax than their profits alone would suggest.

Example
A restaurant group with $2,400,000 of floating-rate debt sees its reference rate rise by 2 percentage points. Annual interest expense increases by $2,400,000 x 0.02 = $48,000, wiping out the profit improvement the operations team delivered that year.

A construction firm capitalises $180,000 of interest incurred while building a new depot, adding it to the cost of the asset rather than expensing it. Once the depot opens, all subsequent interest on the same borrowing goes straight to the income statement.

A retailer that adopted lease accounting rules now splits its rent between depreciation and interest. Reported operating profit rises by $700,000 while interest expense rises by $260,000, even though the cash rent has not changed at all.

Worked example: a distribution company holds a term loan of $500,000 at a fixed rate of 8% for a full year. Interest expense is $500,000 x 0.08 x 1 = $40,000 for the year, or $40,000 divided by 12 = $3,333 per month accrued in the accounts. If the loan was only drawn on 1 October, the charge for the year to 31 December covers three months, so it is $500,000 x 0.08 x 0.25 = $10,000. With a corporation tax rate of 25%, the full-year interest of $40,000 reduces the tax bill by $40,000 x 0.25 = $10,000, so the after-tax cost is $40,000 - $10,000 = $30,000.Case study
Seen in the real world.
This is an illustrative example featuring a fictional business. Northgate Print Group, an invented commercial printer, carried $3,000,000 of debt split between a $2,000,000 fixed-rate loan at 6% and a $1,000,000 floating-rate facility. In a stable year its interest expense was ($2,000,000 x 0.06) + ($1,000,000 x 0.05) = $120,000 + $50,000 = $170,000.
When the floating rate climbed to 9%, the floating portion cost $1,000,000 x 0.09 = $90,000, raising total interest to $210,000. That $40,000 increase looked small against $14,000,000 of revenue, but Northgate's net profit was only $310,000, so the rise consumed roughly 13% of the bottom line.
The board's response in this fictional account was to fix the floating tranche for three years at 7%, accepting a slightly higher cost than the original rate in exchange for certainty. The finance director's summary was that predictable interest was worth more to a thin-margin business than a chance of a lower one.
Watch out
Common mistakes.
- Treating interest expense as an operating cost. It belongs below operating profit because it reflects how the business is financed, not how efficiently it trades, and mixing it in makes operating margins uncomparable.
- Assuming interest expense equals interest paid in cash. Accrued but unpaid interest, capitalised interest and amortised arrangement fees all create differences between the expense and the cash outflow.
- Ignoring the tax effect when comparing debt with equity. Interest is usually tax deductible while dividends are not, so the true cost of debt is the after-tax figure rather than the headline rate.
