Liquidity Coverage Ratio

The liquidity coverage ratio is a banking regulation that requires a bank to hold enough easily sellable, high quality assets to survive thirty days of severe cash outflows without outside help. It divides those safe assets by the net cash the bank would be expected to lose in such a stress period.

Regulators require the result to be at least 100%.

What it means

Banks are unusual businesses because they fund long-term loans with short-term deposits that customers can withdraw quickly. That mismatch is normal until confidence wavers, at which point a bank can be perfectly solvent and still fail simply because it cannot find cash fast enough.

The liquidity coverage ratio was introduced under the Basel III reforms to reduce that risk. The numerator is the stock of high quality liquid assets, usually shortened to HQLA.

These are things a bank could sell or pledge quickly at close to full value even in a panic, principally central bank reserves and government bonds, with lower-quality items such as certain corporate bonds included only at a discount known as a haircut. The denominator is total expected cash outflows over thirty days minus expected inflows, with the inflows capped at 75% of outflows so a bank cannot rely entirely on borrowers repaying on time.

Regulators apply prescribed run-off rates to each funding type: insured retail deposits might be assumed to lose 5%, while large corporate deposits from other financial institutions can be assumed to disappear almost entirely. For anyone outside banking, the ratio matters because it shapes how banks price and offer products.

Stable retail deposits are cheap under the rules and short-term wholesale funding is expensive, which explains why banks compete hard for ordinary savings accounts and why corporate notice accounts often pay better rates than instant access ones. The nuance is that the ratio is a stress test, not a description of normal conditions.

A bank reporting 135% is not sitting on idle money by accident; it is holding a deliberate buffer, and supervisors expect that buffer to be used in a genuine crisis rather than defended at all costs.

The regulatory formula is: Liquidity Coverage Ratio = High Quality Liquid Assets / Net Cash Outflows over 30 Days, and the result must be at least 100% Take Wellsford Regional Bank, a mid-sized fictional lender. It holds high quality liquid assets of $840,000,000, consisting of central bank reserves and government bonds. Its stressed outflow calculation gives total expected outflows of $1,000,000,000 over thirty days, built up from retail deposit run-off, undrawn credit lines and maturing wholesale funding. Expected inflows from maturing loans and interbank placements are $300,000,000. The inflow cap is 75% of $1,000,000,000 = $750,000,000, and since $300,000,000 sits well below that cap the full amount counts. Net cash outflows are therefore $1,000,000,000 - $300,000,000 = $700,000,000. The liquidity coverage ratio is $840,000,000 / $700,000,000 = 1.20, or 120%. Wellsford holds $140,000,000 more than the minimum, giving it room to grow lending or absorb a change in its deposit mix before it needs to buy more government bonds.

Kestrel Union Bank is an entirely fictional institution created for this illustrative example. It reported a comfortable liquidity coverage ratio of 142% and its board treated liquidity as a solved problem, focusing instead on growing its mortgage book.

Over eighteen months the funding mix shifted quietly. The bank won a large volume of deposits from insurance companies and asset managers, which are cheap to attract but attract run-off assumptions of 40% to 100% under the rules. Although total deposits grew, net stressed outflows rose from $700,000,000 to $1,050,000,000 while the liquid asset buffer stayed at $995,000,000, taking the ratio down to roughly 95%.

In this illustrative scenario the regulator required a remediation plan within thirty days. Kestrel bought $250,000,000 of government bonds, repriced its wholesale deposits downwards and launched a retail savings campaign. The board's conclusion was that the composition of funding, not its total size, is what the ratio actually measures.

Watch out

Common mistakes.

  • Reading the ratio as a measure of whether a bank is solvent. It measures short-term cash survival, and a well-capitalised bank can still fail a liquidity test.
  • Assuming all deposits are treated equally. Regulators apply very different run-off assumptions depending on who the depositor is and how quickly the money can leave.
  • Thinking any liquid-looking asset counts in the numerator. Only assets meeting strict quality criteria qualify, and lower tiers are included at a reduced value after a haircut.
