Modified Dietz Method

The Modified Dietz Method is a way to calculate your investment return over a specific period. It accounts for the exact timing of cash coming in and going out, making it much more accurate than simple percentage growth calculations.

What it means

When you manage money, cash rarely sits completely still. You add funds, withdraw profits, or receive payouts at different times.

If you only look at your start and end balances, your performance figures will be distorted by these cash movements. The Modified Dietz Method solves this by weighting each cash flow based on how long it stayed in the portfolio during that measurement period.

This method matters because it gives business owners and portfolio managers a fair scorecard. If you add capital just before a market rally, a naive calculation might make your investment skill look better than it actually was.

Add 5,000 pounds halfway through the year (weight = 0.5). End value is 16,500 pounds. Net cash flow = 5,000 pounds. Weighted cash flow = 5,000 x 0.5 = 2,500 pounds. Denominator = 10,000 + 2,500 = 12,500 pounds. Numerator = 16,500 - 10,000 - 5,000 = 1,500 pounds. Return = 1,500 / 12,500 = 12 percent.
