Purchase Price Variance

Purchase price variance is the gap between what a business actually paid for a bought-in item and what it had budgeted to pay, multiplied by how much it bought. It tells you whether purchasing decisions helped or hurt the cost base over a period.

Paying less than planned is favourable; paying more is unfavourable.

What it means

Most manufacturers and product businesses set a standard cost for the materials and components they buy, which is the price finance assumes when it builds the budget. Purchase price variance measures how far reality drifted from that assumption, expressed in dollars rather than as a percentage.

It matters because material costs are often the largest single line inside cost of goods sold. A small drift in the price of one component, multiplied across hundreds of thousands of units, can quietly swallow an entire quarter of margin improvement.

In practice, procurement teams are usually measured on this number, so it shapes buying behaviour directly. Buyers chasing a favourable variance may order in larger batches to win volume discounts, or switch to a cheaper supplier, and both moves can create problems elsewhere.

That is why finance normally reviews the variance alongside inventory levels and quality data. The important nuance is that a favourable purchase price variance is not automatically good news.

Buying six months of stock to secure a discount ties up cash and risks obsolescence, and a cheaper component that fails more often simply shifts the cost into warranty and rework. Many businesses split the number into a price element and a volume element so the two effects can be discussed separately.

Others reset standard costs annually, which means a large variance late in the year often signals a stale standard rather than a purchasing failure. It is also worth knowing that the variance can be recorded at two different moments: when the goods are received, or when the supplier invoice is posted.

Recording at receipt gives operations faster feedback, while recording at invoice ties the figure more tightly to what the business genuinely paid. Whichever point is chosen, it needs to stay consistent, or month-to-month comparisons stop meaning anything.

A coffee roaster budgeted green beans at $4.00 per kilo, but a poor harvest pushed the market price to $4.60. On 50,000 kilos that is a $30,000 unfavourable variance, which the finance director flags in the monthly review as the main reason gross margin slipped. Because nothing in the roastery changed, the board treats it as a market movement rather than a procurement failure and agrees a price rise on wholesale accounts.

An electronics assembler negotiates a two-year contract that drops a display module from $18.00 to $17.00. Across the 100,000 units bought that year the favourable variance is $100,000, and the procurement lead uses it to justify the extra headcount added to the sourcing team.

A brewery reports a large favourable variance on aluminium cans after buying twelve months of supply at a discount. The warehouse then runs out of space and the business pays for overflow storage, so the operations director asks finance to report the variance next to the carrying cost of the extra stock. Presented together, the reported saving of $48,000 sits beside roughly $20,000 of storage and handling that would not otherwise have been spent.

Difference per unit: $12.75 - $12.00 = $0.75 Variance: $0.75 x 40,000 = $30,000 The result is a $30,000 unfavourable purchase price variance for the quarter, because the company spent $510,000 on frames against a budget of $480,000.

Seen in the real world.

In this illustrative example, Northwind Cycle Components, a fictional bicycle parts manufacturer, set a standard cost of $8.00 for the aluminium hub fitted to every wheel it built. Halfway through the year its buyer switched to a smaller overseas supplier at $7.20 and reported a favourable purchase price variance of $64,000 on 80,000 hubs.

The saving looked excellent until the warranty team noticed hub failures rising sharply. Returns and rework cost the business roughly $110,000 over the following two quarters, more than wiping out the purchasing gain.

Northwind's response was to keep reporting purchase price variance but to pair it with a supplier quality score, so that no buyer could claim a win on price alone. The illustrative lesson is that the variance measures one thing well and says nothing at all about the rest.

Watch out

Common mistakes.

  • Treating every favourable variance as a success, when it may come from over-ordering, quality compromises or an out-of-date standard cost.
  • Calculating the variance on quantity used rather than quantity purchased, which mixes purchasing performance with production efficiency.
  • Leaving standard costs unchanged for years, so the variance reports general inflation rather than anything a buyer actually controls.
