What it means
A conventional 60/40 portfolio looks balanced by dollars but is not balanced by risk at all. Because equities swing roughly four times as violently as high-grade bonds, the 60% equity slice can account for around 90% of the portfolio's total variability, meaning the investor is effectively making one bet with a bond decoration attached.
Risk parity starts from that observation and rebuilds the allocation around risk contribution instead. The simplest implementation weights each asset in inverse proportion to its volatility (how much its price bounces around, usually measured as annual standard deviation).
Divide one by each asset's volatility, then scale the results so they add to 100%, and you get weights where every asset contributes the same amount of risk. More sophisticated versions also account for correlation between assets, which changes the numbers but not the principle.
The obvious objection is that a portfolio dominated by bonds will not earn an equity-like return. The standard answer is leverage: borrow at short-term rates and scale the whole balanced portfolio up until its expected return meets the target.
That is why risk parity funds often run notional exposure well above the capital invested, which is also where the criticism lands. The approach performs best when the assets genuinely behave differently from each other and worst when everything falls together.
In a period where both bonds and equities decline at once, typically during a sharp rise in interest rates, the bond-heavy allocation and the borrowing amplify losses rather than cushioning them. That combination produced difficult years for the strategy and remains its central weakness.
For a corporate pension committee or a family office, risk parity is best understood as a discipline rather than a product. Even without any borrowing, asking "what fraction of our risk comes from each holding?" usually reveals that a supposedly diversified portfolio has one dominant driver.
That question is worth asking whether or not you adopt the full strategy.
