Sustainable Growth Rate

The sustainable growth rate is the fastest a company can grow its sales using only the profits it keeps, without borrowing more or issuing new shares. It combines how profitable the business is on its own equity with how much of that profit it retains rather than pays out.

If actual growth runs above this rate, the business will need outside funding to keep up.

What it means

Growth consumes cash. Every additional dollar of sales usually needs more inventory, more customers owing money and often more equipment, so a business growing quickly can be profitable and still run out of money.

The sustainable growth rate puts a number on that limit. It answers a very practical question: given how much profit we make on our equity and how much of it we keep, how fast can sales grow before the funding runs short?

The calculation multiplies return on equity by the retention ratio, which is simply the share of profit not paid out as dividends. A company earning 16% on equity and keeping three quarters of its profit can support about 12% growth a year on its own resources.

Comparing actual growth with the sustainable rate is the useful step. Growing faster means raising debt or equity, improving margins, collecting cash faster or cutting the dividend; growing slower for long usually means the business is accumulating cash it has not found a use for.

The model assumes the balance sheet keeps roughly the same shape, so it works best for established companies with stable margins and steady asset needs. A young business changing its model every year will find the figure interesting but not binding.

Example

A profitable plumbing supplies distributor is growing sales at 25% a year against a sustainable rate of 9%. Its bank spots the gap during a facility review and asks how the additional working capital will be funded before agreeing the renewal.

A listed food group calculates a sustainable rate of 6% and is growing at 4%. The board concludes it has spare capacity and raises the dividend rather than letting cash build up on the balance sheet.

A specialist recruiter models the effect of cutting its dividend payout from 60% to 30%. The retention ratio rises from 0.40 to 0.70, and the sustainable growth rate rises from 8% to 14%, which funds an office opening without new debt.

Sustainable growth rate = return on equity x retention ratio, where retention ratio = (net income - dividends) / net income A specialist furniture maker earns net income of $4,000,000 on shareholders' equity of $25,000,000 and pays $1,000,000 of that out as dividends. Return on equity = $4,000,000 / $25,000,000 = 0.16, or 16%. Retention ratio = ($4,000,000 - $1,000,000) / $4,000,000 = $3,000,000 / $4,000,000 = 0.75. Sustainable growth rate = 0.16 x 0.75 = 0.12, or 12% On current revenue of $50,000,000, that supports growth to $50,000,000 x 1.12 = $56,000,000 next year without new borrowing or new shares. If the board wanted 20% growth instead, it would need to fund the gap: either stop the dividend, which lifts the rate to 16%, or raise external finance for the remainder.

Seen in the real world.

Here is an illustrative and fictional example. Copperleaf Furniture, an invented workshop turned national brand, grew revenue from $18,000,000 to $30,000,000 in two years and celebrated every month of it. The founder could not understand why the bank account kept getting tighter as the order book got fuller.

The finance manager ran the numbers. Return on equity was 14% and the family took out 65% of profit each year in dividends, so the retention ratio was 0.35 and the sustainable growth rate was 14% x 0.35 = 4.9%. The business was growing at roughly six times the rate its own profits could fund.

In this fictional resolution, Copperleaf's owners suspended dividends for two years and negotiated a working capital facility rather than continuing to fund growth from the current account. Growth slowed to about 15% a year, which felt like a defeat at the time and turned out to be the thing that kept the business solvent.

Watch out

Common mistakes.

  • Reading the sustainable growth rate as a target rather than a funding constraint, when growing above it is perfectly fine as long as the extra funding is arranged.
  • Using a return on equity figure inflated by a one off gain, which produces a sustainable rate the business cannot repeat next year.
  • Forgetting that share buybacks are effectively a distribution, so a company with a low dividend but heavy buybacks retains far less than the formula suggests.

Yes, and it becomes simply the return on equity, because the retention ratio is 1 when nothing is paid out.

Is a high sustainable growth rate always good?

Not necessarily; it can reflect a business with unusually few assets or an equity base that has been thinned by years of losses, so read it alongside the balance sheet.
