What it means
Banks are unusual because most of what they own was funded with other people's money. Capital, meaning shareholder funds and certain qualifying instruments, is the layer that absorbs losses before depositors and senior lenders are touched.
The total capital ratio measures how thick that layer is. The denominator is not simply total assets.
Each exposure is weighted according to how risky it is judged to be, so cash and government bonds may carry a weight near zero while an unsecured corporate loan carries a full weight or more. The result, risk-weighted assets, is meant to reflect economic risk rather than raw size.
The numerator adds Tier 1 capital, which is mainly ordinary shares and retained earnings, to Tier 2 capital, which includes subordinated debt and certain reserves ranking behind depositors. Tier 1 absorbs losses while the bank is still trading, whereas Tier 2 mainly protects depositors if the bank fails.
Outside banking, the ratio still matters to anyone who deals with banks. A corporate treasurer choosing where to place deposits, a supplier extending credit to a financial institution and an investor comparing lenders will all look at it.
A bank running close to its minimum has less room to grow lending and is more likely to raise equity or cut its dividend. The main nuance is that the ratio can improve for two very different reasons.
Raising capital genuinely strengthens the bank, but shifting the loan book towards lower-weighted exposures also lifts the ratio without adding a single dollar of cushion. Reading it alongside a simple leverage ratio, which ignores risk weights, guards against that.

Example
A mid-sized commercial bank reports total regulatory capital of $480,000,000 against risk-weighted assets of $3,000,000,000, a total capital ratio of 16%. The board uses that headroom to approve a small business lending drive it had shelved the previous year.

A savings institution with $1,050,000,000 of capital and $7,000,000,000 of risk-weighted assets posts a ratio of 15%. When the regulator raises a buffer requirement, the treasury team models the effect and concludes the bank can absorb it without cutting the dividend.

Worked example. Fairwater Bank holds Tier 1 capital of $900,000,000 and Tier 2 capital of $300,000,000, giving total regulatory capital of $900,000,000 + $300,000,000 = $1,200,000,000. Its risk-weighted assets total $10,000,000,000.
Total capital ratio = $1,200,000,000 / $10,000,000,000 = 0.12, or 12%

Seen in the real world.
Northgate Mutual Bank is an illustrative, fictional lender invented to show the ratio at work. It held total regulatory capital of $400,000,000 against risk-weighted assets of $3,200,000,000, a total capital ratio of 12.5%, and its three-year plan assumed strong growth in commercial property lending.
Because commercial property carries a heavy risk weight, the plan would have pushed risk-weighted assets to $4,000,000,000 while retained profits added little to capital. The same $400,000,000 of capital would then produce a ratio of 10%, uncomfortably close to the level at which the regulator would restrict distributions.
The board chose a middle path. It issued $60,000,000 of subordinated debt qualifying as Tier 2 capital and slowed the property push by a year, holding the projected ratio at $460,000,000 / $4,000,000,000, or 11.5%. The illustrative lesson is that in banking, growth plans and capital plans have to be written at the same time.
Watch out
Common mistakes.
- Confusing the total capital ratio with the simple ratio of equity to total assets, which ignores risk weights entirely and gives a very different number.
- Assuming an 8% minimum is the real hurdle, when buffers and institution-specific requirements usually push the effective floor several points higher.
- Treating a rise in the ratio as proof of a stronger bank, without checking whether risk-weighted assets fell because of a change in models rather than a change in risk.
