Common Equity Tier 1 Ratio

The Common Equity Tier 1 ratio, or CET1 ratio, measures a bank's highest quality capital against its risk-weighted assets, expressed as a percentage. It answers a simple question: for every dollar of risk the bank is carrying, how many cents of genuine loss-absorbing equity stand behind it?

It is the single most quoted measure of whether a bank is strong enough to keep lending through a downturn.

What it means

The ratio divides CET1 capital by risk-weighted assets, which are the bank's exposures scaled up or down according to how risky regulators judge them. A government bond might carry a zero or very low weight, while an unsecured business loan is weighted at or near its full value.

The percentage matters because it drives real decisions. Falling below the required level restricts dividends, bonuses and coupon payments on certain instruments, so bank boards manage the ratio with the same intensity that a listed company manages earnings per share.

Requirements are built in layers: a minimum of 4.5% under the Basel framework, plus a capital conservation buffer of 2.5%, plus any countercyclical and systemic buffers set by national regulators. In practice, most large banks target well above the total requirement to leave headroom for stress tests and growth.

The ratio can move for two quite different reasons, and it is worth knowing which. Capital can rise or fall through profits, losses, dividends and share issues, or the denominator can move because the bank grew its lending or shifted towards riskier exposures.

That second driver explains behaviour that otherwise looks strange, such as a bank pulling back from small business lending in a downturn. Risk weights rise as credit quality deteriorates, which mechanically reduces the ratio unless the bank lends less or raises more capital.

Two banks reporting the same ratio are not necessarily equally safe, because the calculation of risk weights involves judgement. Larger institutions may use internal models approved by their regulator, while smaller ones apply standardised weights, so comparing ratios across very different banks calls for a little caution.

Example

A bank publishes a quarterly CET1 ratio of 13.8% against a 10.5% requirement. Analysts read the 3.3 percentage point surplus as room for a buyback and price the shares accordingly.

A regional lender fails a supervisory stress test that projects its ratio dropping to 6.2% in a severe recession scenario. It is required to suspend dividends and submit a capital plan before returning to normal distributions.

A finance director notices that her bank's ratio has slipped for two quarters running as its loan book grew. She quietly arranges a second banking relationship well before her facility renewal date, on the view that capital pressure at a lender tends to show up as tighter credit terms for borrowers.

Calculation

CET1 ratio = CET1 capital / Risk-weighted assets. A bank holds CET1 capital of $1,850 million against risk-weighted assets of $20,000 million, so its CET1 ratio is $1,850m / $20,000m = 9.25%. If its combined requirement is 7.0% (a 4.5% minimum plus a 2.5% conservation buffer), the required capital is 7.0% x $20,000m = $1,400 million, leaving a surplus of $1,850m - $1,400m = $450 million. Should lending growth push risk-weighted assets to $22,000 million with no new capital, the ratio would fall to $1,850m / $22,000m = 8.41%, still above requirement but with the surplus cut sharply.

Case study

Seen in the real world.

Kestrel Union Bank, the fictional lender used earlier for illustration, entered a growth year with CET1 capital of $1,850 million and risk-weighted assets of $20,000 million, a comfortable ratio of 9.25% against a 7.0% requirement.

The commercial team then delivered an excellent year of lending growth, pushing risk-weighted assets to $22,000 million. Because retained profits were largely paid out as dividends, capital stayed at $1,850 million and the ratio fell to 8.41%, trimming the surplus over requirement from $450 million to $310 million.

Nothing had gone wrong with credit quality; the bank had simply grown faster than its capital. In this illustrative example the board introduced a rule that lending growth plans had to be presented alongside their capital consumption, and the dividend policy was reset to retain more of each year's profit.

Watch out

Common mistakes.

  • Comparing the ratio to total assets. The denominator is risk-weighted assets, so two banks with identical balance sheets can show very different ratios depending on what they lend against.
  • Assuming a higher ratio is always better. Very high ratios can mean capital is being held idle rather than supporting lending, which drags on returns for shareholders.
  • Reading a falling ratio as a sign of losses. Growth in lending reduces the ratio just as effectively as losses do, and the two have opposite implications.

Large banks commonly run somewhere in the low to mid teens, comfortably above minimum requirements, though the right level depends on the buffers each regulator imposes.
