Interest Expense Ratio

The interest expense ratio shows interest costs as a percentage of revenue, telling you how much of every sales dollar is absorbed by the cost of borrowing. It is calculated by dividing interest expense by total revenue for the same period.

A ratio of 3% means three cents in every dollar of sales goes to lenders before anything else is paid.

What it means

Where coverage ratios compare interest with profit, this ratio compares it with the top line. That makes it useful in businesses where profit is volatile or thin, because revenue is a steadier base against which to judge the size of a financing cost.

It is expressed as a percentage rather than a multiple. The practical value is in benchmarking and in trend analysis.

Comparing your ratio with peers in the same sector shows whether your balance sheet is unusually heavy, and watching it move over several years shows whether debt is growing faster than the business it was raised to support. Because both inputs come from the income statement, it can be tracked monthly without any adjustment.

It is used most often in industries where debt is a normal part of the operating model. Property, agriculture, transport and franchised businesses all watch interest against revenue closely, and lenders in those sectors sometimes set limits expressed this way rather than as a coverage multiple.

Small business lenders also favour it because owners find a percentage of sales more intuitive than a profit multiple. Interpretation depends heavily on gross margin.

A wholesaler running a 12% gross margin cannot afford interest at 5% of revenue, whereas a software business with an 85% gross margin might absorb the same figure without difficulty. The ratio should therefore always be read next to the margin structure rather than against a universal benchmark.

The variant to be aware of is the net interest expense ratio, which subtracts interest income before dividing. That version is more appropriate for companies holding large cash balances, since gross interest can overstate the burden when much of it is offset by interest earned.

As always, consistency matters more than the choice itself when comparing periods.

A franchised car dealership group tracks the ratio monthly because its floor-plan financing rises and falls with stock levels. When the ratio moves from 1.4% to 2.1% over a quarter, the operations director orders a review of ageing inventory.

A farming business compares its ratio of 6% with a sector benchmark of 4%. The gap prompts a refinancing that converts short-term overdraft borrowing into a longer-term facility at a lower rate.

A software company shows an interest expense ratio of 0.4% after a small acquisition loan. Its board concludes there is ample room to fund a second acquisition with debt rather than issuing new shares.

Calculation

Interest expense ratio = interest expense divided by total revenue, expressed as a percentage. The net variant is (interest expense - interest income) divided by total revenue. Worked example: a haulage company reports revenue of $12,000,000 for the year and interest expense of $360,000 on its vehicle finance and working capital facilities. The interest expense ratio is $360,000 divided by $12,000,000 = 0.03, or 3%. If the company earned $60,000 of interest on deposits, the net ratio would be ($360,000 - $60,000) divided by $12,000,000 = $300,000 divided by $12,000,000 = 0.025, or 2.5%. Should revenue fall to $9,000,000 while debt stays unchanged, the gross ratio would rise to $360,000 divided by $9,000,000 = 0.04, or 4%, without the company borrowing a single extra dollar.

Case study

Seen in the real world.

The following is a fictional, illustrative account. Pelham Garden Centres, an invented six-site retailer, grew revenue from $18,000,000 to $27,000,000 over four years by opening two new sites funded entirely by borrowing. Management celebrated the revenue growth and paid little attention to the financing line.

A new finance manager plotted the interest expense ratio across the four years and found it had moved from 1.6% to 4.3%, because debt had nearly tripled while revenue rose by half. Set against a net margin of 5%, interest was now consuming almost as much of each sale as the business kept, and the two newest sites were not yet trading at maturity.

Pelham paused its expansion, sold a surplus parcel of land for $1,900,000 and applied the proceeds to the most expensive facility. In this illustrative story the ratio fell to 3.1% within eighteen months, and the board adopted a rule that no new site would be approved if the projected ratio exceeded 3.5%.

Watch out

Common mistakes.

  • Comparing the ratio across unrelated industries. A percentage that is comfortable for a high-margin services firm can be fatal for a low-margin distributor, so benchmarks must come from the same sector.
  • Assuming a rising ratio means more borrowing. The ratio also rises when revenue falls, so a deteriorating figure can reflect a sales problem rather than a debt problem.
  • Mixing gross and net versions when comparing periods. Switching between the two without saying so can make a flat trend look like an improvement.
