Material Cost Ratio

The material cost ratio shows how much of every sales dollar is consumed by raw materials and bought-in components. If a manufacturer spends $3,150,000 on materials to generate $9,000,000 of sales, its material cost ratio is 35%.

It is one of the fastest ways to spot whether input prices, waste or product mix are eating into profitability.

What it means

The ratio divides direct material cost by revenue for the same period, producing a percentage that can be tracked month by month. Some businesses calculate it against total production cost instead, which shows how material-intensive the manufacturing process is rather than how it affects margin.

It matters because materials are often the single largest cost in a manufacturing or food business, sometimes larger than labour and overhead combined. A movement of even two percentage points can wipe out an entire year of hard-won efficiency savings elsewhere.

The ratio is used to separate three different problems that all look identical on the profit and loss account. A rise can come from supplier price increases, from higher waste and rework, or from selling more of the products that happen to be material-heavy.

Splitting the ratio by product line usually reveals more than the company-level number does. A stable overall ratio can easily hide one product deteriorating badly while another improves, which is why manufacturing accountants prefer to see it by line and by month.

The main nuance is timing. Companies that buy materials in bulk or hold long inventory cycles will see the ratio lag actual market prices by months, so it should be read alongside purchase price data rather than on its own.

Pricing decisions depend on the same number, because a business that knows its material cost ratio can calculate how much of an input price rise it must pass on to protect margin. Many manufacturers write that link into contracts through escalation clauses tied to published commodity indices.

Example

A bakery watches its material cost ratio climb from 28% to 33% after a wheat price spike. Because the ratio is tracked weekly, management repriced its wholesale range within a month rather than discovering the problem at year end. The price rise recovered about four fifths of the increase, and the remainder was absorbed by switching one flour grade.

An electronics assembler finds its ratio steady at 46% overall, but a product-level split shows one connector line at 61%. That line is redesigned to use a cheaper housing, cutting the overall ratio by nearly two percentage points.

A brewery compares its 24% material cost ratio with an industry range of 22% to 30% and concludes materials are not its problem. Attention moves instead to distribution costs, which sit well above the sector norm.

Material Cost Ratio = (Direct Material Cost / Revenue) x 100 Worked example: a furniture manufacturer reports revenue of $9,000,000 for the year and direct material costs, covering timber, fixings and finishes, of $3,150,000. Material Cost Ratio = $3,150,000 / $9,000,000 = 0.35, or 35%. The following year revenue rises to $9,600,000 while material costs reach $3,600,000. New ratio = $3,600,000 / $9,600,000 = 0.375, or 37.5%. To size the damage, apply the old ratio to the new revenue: $9,600,000 x 0.35 = $3,360,000. The company actually spent $3,600,000, so the deterioration cost $3,600,000 - $3,360,000 = $240,000 of profit in a single year.

Seen in the real world.

The company in this illustrative story is entirely fictional. Kestrel Cabinetry, an invented maker of fitted kitchens, watched its material cost ratio drift from 34% to 39% over eighteen months while blaming timber prices in every board meeting.

A junior accountant rebuilt the number by product family and found timber prices explained only about half the movement. The rest came from offcut waste on a new curved door design, where roughly 15% of each sheet was being discarded rather than the usual 6%.

Kestrel changed the cutting pattern, introduced a small offcut resale channel, and negotiated a fixed-price timber contract for its highest-volume grade. The ratio fell back to 35.5% within two quarters, adding around $190,000 to annual gross profit on revenue of about $7,000,000. The board also began reviewing the ratio by product family every month rather than once a year, so the next drift would be visible in weeks rather than quarters.

Watch out

Common mistakes.

  • Including packaging, freight or consumables in materials one year and excluding them the next, which makes the trend meaningless.
  • Blaming supplier prices for every increase without checking waste rates, rework and product mix first.
  • Comparing the ratio against companies with different degrees of vertical integration, where bought-in components sit in materials for one and in labour for the other.

Usually, though cutting it by switching to inferior inputs can raise warranty claims and damage the brand, which costs more than it saves.
