Notional Value

Notional value is the total face amount that a derivative contract is based on, used to work out payments even though that full amount is never actually exchanged. A $10,000,000 interest rate swap does not involve anyone handing over $10,000,000; the figure simply scales the interest payments that do change hands.

Think of it as the size of the bet rather than the money on the table.

What it means

Derivatives derive their value from something else, such as an index level, an interest rate or a commodity price. To turn a percentage move in that underlying into a cash amount, the contract needs a reference size, and that reference size is the notional value.

The gap between notional value and the money actually at risk is where most confusion arises. A trader controlling $5,000,000 of notional exposure may have posted only a few hundred thousand dollars of margin, which means small percentage moves produce large percentage swings in the cash they have committed.

For futures, notional is calculated from the contract multiplier and the current price of the underlying. For a swap it is stated directly in the contract, and for an option it is the strike price multiplied by the number of units the option controls.

Notional totals reported in the financial press can be misleading if taken at face value. Aggregate figures for the global derivatives market run into hundreds of trillions of dollars, but they include offsetting positions and vastly overstate the actual credit exposure, which is better measured by mark-to-market value.

For business users the practical use is hedging. A manufacturer buying 400,000 litres of fuel a quarter matches that physical volume with a hedge of equivalent notional size, so a hedge that is 60% of the physical volume leaves 40% of the price exposure uncovered.

Example

An airline hedges 3,000,000 gallons of jet fuel for the next quarter using swaps with a matching notional volume. The notional tells the treasurer how much of the physical exposure is covered, even though no fuel changes hands under the contract.

A corporate borrower with a $40,000,000 floating rate loan enters an interest rate swap with a $25,000,000 notional to fix part of its cost. It has hedged 62.5% of the loan and deliberately left the rest floating.

A risk committee reviews a trading desk and sees $900,000,000 of notional exposure against $12,000,000 of mark-to-market value. It asks for both figures in future reporting, because notional alone tells it about scale while mark-to-market tells it about money genuinely at stake.

Notional value = Number of contracts x Contract multiplier x Price of the underlying Effective leverage = Notional value / Margin posted A fund manager buys 20 equity index futures contracts. The contract multiplier is $50 per index point and the index is trading at 5,400. Notional value = 20 x $50 x 5,400 = $5,400,000. The exchange requires initial margin of $30,000 per contract, so margin posted = 20 x $30,000 = $600,000. Effective leverage = $5,400,000 / $600,000 = 9 times. If the index rises 1%, the position gains 1% x $5,400,000 = $54,000. Against $600,000 of margin that is a return of $54,000 / $600,000 = 9%. A 1% fall would produce the same figure as a loss, which is exactly why notional value and margin should never be read as the same number.

Case study

Seen in the real world.

Vantage Mill Foods is a fictional, illustrative bakery group that buys about 40,000 tonnes of wheat a year. Its board asked treasury to hedge price risk, and treasury reported back that it had put on wheat futures with a notional value of $9,600,000.

In this illustrative scenario the board took comfort from the size of that figure without asking what it represented. At an assumed $240 per tonne, $9,600,000 of notional covers 9,600,000 / 240 = 40,000 tonnes, which happened to match annual usage exactly. The problem was timing: the contracts all matured in one delivery month, while the company's purchases were spread evenly across the year.

When wheat prices rose sharply in the second half, the hedge had already expired and Vantage absorbed the increase in full. The fix was not a larger notional but a laddered structure, with roughly 10,000 tonnes of notional maturing each quarter to match actual buying. The illustrative lesson is that notional value answers the question of how much, never the question of when.

Watch out

Common mistakes.

  • Reading notional value as the amount of money at risk. The real exposure is the mark-to-market value plus potential future movement, not the headline face amount.
  • Comparing notional totals between different derivative types as if they were equivalent. A $10,000,000 interest rate swap and $10,000,000 of equity futures carry completely different risk profiles.
  • Assuming a hedge with the right notional is a complete hedge. Maturity dates, the exact underlying and settlement mechanics all have to line up as well.

Rarely; in cross-currency swaps the principal amounts genuinely are exchanged at start and maturity, but in most interest rate and index contracts they are not.
