Return on Net Operating Assets

Return on net operating assets, or RNOA, measures the profit a business generates from its operating assets after stripping out everything to do with financing. It divides operating profit after tax by operating assets less operating liabilities.

Analysts favour it because it separates how well a company trades from how cleverly it is funded.

What it means

Most headline return ratios mix two very different stories: how good a company is at its actual business, and how much debt it uses. RNOA answers only the first question by removing cash, investments and borrowings from both the profit figure and the asset base.

What is left is the return on the assets the business genuinely operates. That separation matters in practice because borrowing can make a mediocre operator look impressive.

A company earning a modest 8% on its operating assets can still report a high return on equity if it is funded largely by debt, and RNOA is what exposes the difference. Building the number takes some rearranging of the balance sheet.

Operating assets are items such as receivables, inventory and property used in trading, while operating liabilities are the non-interest-bearing items such as payables and accruals, with anything paying or earning interest treated as financing and excluded. Net operating assets is simply the first figure minus the second.

The numerator is net operating profit after tax, meaning operating profit taxed at the company's effective rate with no deduction for interest. Using the average of opening and closing net operating assets avoids distortion when a large acquisition or disposal lands part way through the year.

RNOA sits at the heart of the standard decomposition of return on equity, in which equity returns are presented as RNOA plus a contribution from financial leverage. That framework makes it obvious whether returns come from trading skill or from borrowing.

It is used heavily by equity analysts and rather less inside smaller companies, where splitting the balance sheet takes more effort than the insight is worth.

Example

An industrial distributor reports return on equity of 24% and is praised for it at the annual meeting. Its RNOA is 11%, and the rest of the return comes from a balance sheet that is two thirds debt, which the incoming chair treats as a risk question rather than a performance one.

A private equity owner compares four portfolio companies with very different capital structures. Ranking them on RNOA rather than return on equity puts the least borrowed company at the top, and it becomes the model the others are asked to follow operationally.

A packaging group holds $40,000,000 of cash from a recent disposal. Standard return on assets falls sharply because of that idle cash, while RNOA is unaffected, so the board uses RNOA to show that the trading business is performing exactly as before.

RNOA = Net operating profit after tax / Average net operating assets Net operating assets = Operating assets - Operating liabilities A specialist chemicals business reports operating profit of $6,000,000 and pays tax at an effective rate of 25%. Net operating profit after tax = $6,000,000 x (1 - 0.25) = $4,500,000. Its balance sheet shows total assets of $46,000,000, of which $6,000,000 is surplus cash and investments, leaving operating assets of $40,000,000. Operating liabilities, being trade payables and accruals, total $10,000,000. Net operating assets = $40,000,000 - $10,000,000 = $30,000,000. RNOA = $4,500,000 / $30,000,000 = 0.15, or 15%. The same company is financed with $18,000,000 of debt at 5%, costing $900,000 of interest, or $675,000 after tax. Equity is therefore $46,000,000 - $10,000,000 - $18,000,000 = $18,000,000, and net income is $4,500,000 - $675,000 = $3,825,000, giving a return on equity of $3,825,000 / $18,000,000 = 21.3%. Operating performance has not changed at all; the extra 6 points of return come purely from borrowing.

Case study

Seen in the real world.

Meridian Polymers is a fictional mid sized manufacturer used here as an illustrative example. For years its board tracked return on equity alone, which sat at a comfortable 22% and generated no difficult questions.

When a new finance director rebuilt the numbers, net operating profit after tax was $7,000,000 against net operating assets of $70,000,000, giving an RNOA of 10%. Almost the whole gap between 10% and 22% came from $45,000,000 of borrowing taken on to fund a share buyback three years earlier. The trading business, once separated from the financing, was earning barely more than its cost of capital.

In this fictional case the board changed its executive bonus measure from return on equity to RNOA. Within two years the company had reduced working capital by $9,000,000 and closed one underused site, lifting RNOA to 13% while the debt itself was left untouched.

Watch out

Common mistakes.

  • Deducting interest from the numerator, which reintroduces the financing effect the ratio is designed to remove.
  • Leaving surplus cash inside operating assets, which understates RNOA for any company sitting on a large cash pile.
  • Treating operating liabilities as debt and excluding them from the netting, which inflates the asset base and depresses the ratio.

Return on capital employed usually starts from total assets less current liabilities and often uses pre-tax profit, whereas RNOA is stricter about separating operating items from financing ones.

Which tax rate should be applied to operating profit?

The company's effective rate for the year, taken from the tax note, is the usual choice; the headline statutory rate is a rough substitute.

Is RNOA useful for a small business?

The logic is, but the full calculation is often more work than it is worth, so smaller firms tend to use return on net assets instead.
