Interest Burden Ratio

The interest burden ratio measures how much of a company's operating profit survives after interest on its debt has been paid. It is calculated as pre-tax profit divided by operating profit, and it is normally expressed as a decimal such as 0.80.

A figure close to 1.0 means interest is barely denting profit, while a low figure means lenders are taking a large share of what the business earns.

What it means

The ratio comes from the DuPont framework, a way of breaking return on equity into the separate forces that drive it. In that breakdown, the interest burden sits between operating profitability and tax, isolating the single question of how much profit is lost to financing costs.

It uses earnings before tax as the numerator and earnings before interest and tax as the denominator. For a manager, the value of the ratio is that it separates operating performance from financing decisions.

Two businesses can run identical operations, but if one is funded largely by debt and the other by equity, their bottom lines will differ purely because of the interest line. The interest burden ratio quantifies exactly that difference in a single number.

Reading it is straightforward once you know the direction of travel. A ratio of 0.90 means 90% of operating profit survives interest, so the interest cost equals 10% of operating profit.

A ratio of 0.50 means half of operating profit is going to lenders, which is a warning sign unless the business has unusually stable cash flows. It also has a subtler use in explaining changes in return on equity over time.

If a company's return on equity rises while its interest burden ratio falls, the improvement is coming from operations or from tax, and it is being partly offset by heavier financing costs. Analysts track the components separately so that a single headline number does not disguise offsetting movements.

The most important nuance is the relationship with financial leverage. Borrowing more usually raises return on equity through the leverage multiplier while simultaneously pushing the interest burden ratio down, so the two effects work in opposite directions.

A ratio that keeps falling year after year signals that the benefit of extra debt is being eaten by its cost.

Example

A hotel group carrying heavy mortgage debt reports EBIT of $18,000,000 and interest of $9,000,000, giving an interest burden ratio of 0.50. The board uses that figure to argue for selling two properties and repaying debt rather than opening a new site.

A debt-free consultancy shows an interest burden ratio of 1.00 because it has no borrowings at all. When it takes out a $3,000,000 loan to buy an office, the ratio drops to 0.94 and the finance director flags the change in the annual report.

An analyst comparing two supermarket chains finds identical operating margins but interest burden ratios of 0.92 and 0.68. The difference explains almost all of the gap in their net profit margins and points to financing structure rather than trading performance.

Interest burden ratio = earnings before tax (EBT) divided by earnings before interest and tax (EBIT). Equivalently, interest burden ratio = (EBIT - interest expense) divided by EBIT. Worked example: a packaging manufacturer reports revenue of $24,000,000 and operating profit (EBIT) of $2,000,000. Its interest expense for the year is $400,000, so earnings before tax are $2,000,000 - $400,000 = $1,600,000. The interest burden ratio is $1,600,000 divided by $2,000,000 = 0.80, meaning 80% of operating profit survives financing costs and 20% goes to lenders. If the company refinances and cuts interest to $250,000, EBT becomes $2,000,000 - $250,000 = $1,750,000 and the ratio improves to $1,750,000 divided by $2,000,000 = 0.875.

Case study

Seen in the real world.

This is an illustrative, fictional case. Kelso Precision Tools, an invented engineering firm, grew profit steadily for four years while its return on equity stayed stubbornly flat at around 14%. The board could not understand why better trading was not reaching shareholders.

Breaking the return down showed that operating margin had improved from 8% to 11% over the period, but the interest burden ratio had fallen from 0.91 to 0.62 as the company funded three acquisitions with floating-rate debt at rising interest rates. In plain terms, the extra profit the factories were generating was being paid across to lenders almost as fast as it appeared.

Kelso responded by pausing acquisitions for two years and applying free cash flow to debt repayment. In this fictional account the interest burden ratio recovered to 0.84 by the end of the second year, and return on equity moved to 19% without any further improvement in operating margin.

Watch out

Common mistakes.

  • Reading a low ratio as poor operating performance. The interest burden ratio says nothing about how well the business trades, only about how much of its trading profit is consumed by financing.
  • Expecting the ratio to exceed 1.0. Because interest is subtracted from EBIT, the ratio is normally at or below 1.0, and a figure above 1.0 usually means interest income or a one-off gain is sitting in the pre-tax line.
  • Mixing up EBIT and net profit in the calculation. Using profit after tax as the numerator produces a number that blends financing and tax effects together and defeats the purpose of the ratio.

Interest coverage divides EBIT by interest and answers how many times over interest is covered, while the interest burden ratio divides EBT by EBIT and answers what proportion of profit survives, so the two are mathematically linked but read in opposite directions.

Above 0.85 is comfortable for most trading businesses, 0.70 to 0.85 is manageable, and sustained readings below 0.60 usually mean the balance sheet needs attention.
